Dear Sir,

Subject: Safe income on hand

This is in response to your letter of April 23, 2003 in which you asked whether, in the situation described below, any portion of the safe income on hand realized by Opco after the issuance of the convertible debenture may be attributed to Investco as a result of its acquisition of common shares of Opco.

Unless otherwise indicated, all statutory references herein are to the provisions of the Income Tax Act (the "Act").

Facts

1. Opco, Portfolioco and Investco are "taxable Canadian corporations" as defined in subsection 89(1).

2. Prior to the share issue described in paragraph 7 below, Portfolioco always owned all of the issued and outstanding shares of the capital stock of Opco, that is, 1,000 common shares of Opco.

The principal rights, privileges, restrictions and conditions for the sole class of common shares of the capital stock of Opco are as follows: no par value, voting, participating, entitled to receive dividends when declared by the board of directors. Upon the winding-up or dissolution of the corporation, the holders of common shares are entitled to receive the remaining property of the corporation.

3. Investco made a cash loan of $500,000 to Opco in the form of a debenture convertible into shares of Opco. The terms of the debenture provided, among other things, that Investco may require after the expiry of a specified period (commencing at the time of issue), that the debenture be exchanged for 500 common shares from Opco’s treasury. The debenture was also redeemable at maturity if applicable (if not previously exchanged for shares) for a cash payment of $500,000.

4. The debenture was "capital property" as defined in section 54 to Investco. The adjusted cost base (as defined in section 54) of the debenture was $500,000 to Investco.

5. At the time of the issuance by Opco to Investco of the debenture, the fair market value of the 1,000 issued and outstanding common shares of the capital stock of Opco owned by Portfolioco was $1 million. Immediately prior to the share issuance described in paragraph 7 below, the fair market value of the 1,000 issued and outstanding common shares of the capital stock of Opco owned by Portfolioco was $4 million.

6. For the purposes of section 55, Opco realized safe income on hand in the amount of $1,500,000 during the two-year period commencing at the time of the issuance of the debenture and ending immediately before the issuance of shares described in paragraph 7 below. There was no dividend paid by Opco during that period.

7. Two years after the issuance of the debenture, Investco exercised its exchange right and received 500 common shares from Opco's treasury in settlement of the debenture. Accordingly, the debenture was extinguished. The amount that was added to the stated capital of the issued and outstanding common shares of the capital stock of Opco in accordance with the applicable corporate law was $500,000.

Paragraphs 51(1)(a) and (b) applied respecting the exchange of the debenture for common shares of Opco.

8. The fair market value of the 500 common shares of Opco owned by Investco was $1,500,000 when acquired by Investco.

Our Comments

It appears to us that the situation described in your letter may be an actual situation involving taxpayers. The CCRA does not generally provide written opinions on proposed transactions otherwise than by way of advance rulings. Furthermore, it is the responsibility of the relevant Tax Services Office to determine whether completed transactions have received appropriate tax treatment. We can, however, offer the following general comments which may not apply in full to the situation submitted.

Safe income on hand at a particular time in respect of a share of a corporation held by a shareholder of the corporation is that portion of the safe income earned by the corporation that can reasonably be considered to contribute to the unrealized capital gain on the share in question. The determination of the amount of safe income on hand is a question of fact that can only be determined by taking into account all the facts and circumstances of each situation.

It appears to us that in a situation such as described above, a person who acquired shares of a corporation upon the exercise of the person’s conversion right under the terms of a convertible debenture could generally participate in the safe income on hand earned by the corporation from the time of the issuance of the debenture as if the person had acquired the person’s shares of the corporation at the time of the issuance of the debenture.

Objet: Revenu protégé en main

La présente est en réponse à votre lettre du 23 avril 2003 dans laquelle vous nous avez demandé si, dans la situation décrite ci-dessous, une partie du revenu protégé en main réalisé par OPCO après l'émission de la débenture convertible peut être attribuée à INVESCO en raison de l'acquisition par cette dernière d'actions ordinaires de OPCO.

À moins d'indication contraire, tous les renvois législatifs dans la présente sont des renvois aux dispositions de la Loi de l'impôt sur le revenu ("Loi").

Faits

1. OPCO, PORTCO et INVESCO sont des "sociétés canadiennes imposables" au sens de la définition prévue au paragraphe 89(1).

2. Avant l'émission d'actions décrite au paragraphe 7 ci-dessous, PORTCO a toujours possédé la totalité des actions émises et en circulation du capital-actions de OPCO, c'est-à-dire 1 000 actions ordinaires de OPCO.

Les principaux droits, privilèges, conditions et restrictions de la seule catégorie d'actions ordinaires du capital-actions de OPCO sont comme suit: Sans valeur nominale, votantes, participantes, donnant droit de recevoir des dividendes lorsqu'ils sont déclarés par le conseil d'administration. Lors de la liquidation ou dissolution de la société, les détenteurs d'actions ordinaires ont le droit de recevoir le reliquat des biens de la société.

3. INVESCO a effectué un prêt d'argent de 500 000 $ à OPCO sous forme d'une débenture convertible en actions de OPCO. Les caractéristiques de la débenture prévoient notamment que INVESCO peut exiger après l'expiration d'une période donnée (débutant au moment de l'émission), que la débenture soit échangée contre 500 actions ordinaires du trésor de OPCO. La débenture est aussi remboursable à l'échéance s'il y a lieu (s'il n'y a pas eu auparavant d'échange pour des actions) par un paiement en argent de 500 000 $.

4. La débenture constitue une "immobilisation" au sens de la définition prévue à l'article 54, pour INVESCO. Le prix de base rajusté (au sens de la définition prévue à l'article 54) de la débenture est de 500 000 $ pour INVESCO.

5. Au moment de l'émission par OPCO à INVESCO de la débenture, la juste valeur marchande des 1 000 actions ordinaires émises et en circulation du capital-actions de OPCO possédées par PORTCO, s'élève à 1 million $. Immédiatement avant l'émission d'actions décrite au paragraphe 7 ci-dessous, la juste valeur marchande des 1 000 actions ordinaires émises et en circulation du capital-actions de OPCO possédées par PORTCO, est de 4 millions $.

6. Pour les fins de l'application de l'article 55, OPCO réalise du revenu protégé en main d'un montant de 1 500 000 $ au cours de la période de deux ans débutant au moment de l'émission de la débenture et se terminant immédiatement avant l'émission d'actions décrite au paragraphe 7 ci-dessous. Il n'y a pas de dividende versé par OPCO au cours de cette période.

7. Deux ans après l'émission de la débenture, INVESCO exerce son droit d'échange et reçoit 500 actions ordinaires du trésor de OPCO en règlement de la débenture. Il y a alors extinction de la débenture. Le montant qui est ajouté au capital déclaré des actions ordinaires émises et en circulation du capital-actions de OPCO conformément à la loi sur les sociétés qui est applicable, est de 500 000 $.

Les alinéas 51(1)a) et b) s'appliquent relativement à l'échange de la débenture contre des actions ordinaires de OPCO.

8. La juste valeur marchande des 500 actions ordinaires de OPCO possédées par INVESCO, est de 1 500 000 $ lors de leur acquisition par INVESCO.

Nos commentaires

Il nous apparaît que la situation décrite dans votre lettre pourrait constituer une situation réelle impliquant des contribuables. L'ADRC ne donne généralement pas d'opinion écrite concernant des opérations projetées autrement que par voie de décision anticipée. Par ailleurs, il appartient au bureau des services fiscaux concerné de déterminer si des transactions complétées ont reçu le traitement fiscal adéquat. Nous pouvons cependant vous offrir les commentaires généraux suivants qui pourraient ne pas s'appliquer intégralement à la situation soumise.

Le revenu protégé en main à un moment donné relativement à une action d'une société détenue par un actionnaire de la société, est la portion du revenu protégé réalisé par la société qu'il est raisonnable de considérer comme contribuant au gain en capital non réalisé sur l'action en question. La détermination du montant du revenu protégé en main est une question de fait qui ne peut être déterminée qu'en tenant compte de tous les faits et circonstances afférents à chaque situation.

Il nous apparaît que dans une situation telle que décrite ci-dessus, la personne qui a acquis des actions d'une société lors de l'exercice de son droit de conversion prévu dans les caractéristiques d'une débenture convertible, pourrait en général participer dans le revenu protégé en main réalisé par la société à partir du moment de l'émission de la débenture, et ce comme si la personne avait acquis ses actions de la société au moment de l'émission de la débenture.

Nous vous soulignons que la présente opinion ne constitue pas une décision anticipée et, tel que mentionné au paragraphe 22 de la Circulaire d'information 70-6R5 du 17 mai 2002, elle ne lie pas l'Agence des douanes et du revenu du Canada à l'égard d'une situation factuelle particulière.
