An individual practises his profession through a corporation. He must personally pay an amount as damages following a professional liability suit due to a fault committed in the practice of his profession through the corporation.

Is the amount of damages a deductible expense in computing the individual's income? If so, in what capacity: employee, director or shareholder of the corporation?

Position:

Damages are not deductible. The requirements for the deductibility of damages are summarized in paragraphs 5 and 6 of Interpretation Bulletin IT-467R2.

Reasons:

Employee/Director: Subsection 8(2) of the Act limits the amounts that a taxpayer may claim in computing employment income if they are not specifically provided for in section 8.

Shareholder: damages paid by the professional are not an expense incurred by the professional as a shareholder for the purpose of earning income from property.

Dear Madam,

Subject: Deductibility of damages

This is further to your letter of November 25, 2002, in which you requested our opinion on the deductibility of damages paid by an incorporated professional. We apologize for the delay in responding to your request.

In essence, Professional is an employee, director and sole shareholder of his corporation. Professional was personally liable and had an obligation to maintain personal liability insurance as well as insurance for the corporation for any wrongdoing or negligence that he or others might commit in the practice of the profession within the corporation. After incorporation, a professional liability action was brought for fault committed by Professional in the practice of his profession through the company. Professional was required personally to pay an amount as damages that exceeded the amount covered by his personal insurance.

You asked whether the damages amount was a deductible expense in computing Professional's income and if so, in what capacity: employee, director or shareholder of his corporation?

Our Comments

Taking into account the general nature of this request, it is impossible for us to determine in what capacity Professional may have to pay damages. In determining whether a completed transaction has received appropriate tax treatment, that decision rests first with our Tax Services Offices following a review of all facts and documents, which is generally done as part of an audit engagement. We also remind you that the determination of the tax implications of a potential out-of-court settlement or any other proposed agreement resulting from a lawsuit against an incorporated professional and the corporation must be made by way of a request for advance rulings, as described in Information Circular 70-6R5 of May 17, 2002. In the situation presented, considering that Professional must personally pay the damages, we can however offer the following comments regarding the deductibility of those amounts in the case where Professional acts as an employee/director or as a shareholder of his corporation.

Paragraphs 5 to 8 of Interpretation Bulletin IT-467R2 explain the requirements for the deductibility of damages. Essentially, the outlay must have been made for the purpose of gaining or producing income from the business or property and must be reasonable in the circumstances. In addition, under paragraph 12, the interest element, if any, in an award of damages is considered to be a component of the damages. Such interest included with damages awarded will be deductible if the damages themselves are deductible.

Status of employee/director

As you stated in your letter, subsection 8(5) of the Income Tax Act (the "Act") provides that professional or malpractice liability insurance that is necessary to maintain a professional status recognized by statute is deductible in computing employment income. While you are otherwise of the view that the payment of damages incurred by Professional is tied to the purchase of his personal insurance and that the Professional cannot practise his profession through the corporation without incurring professional liability, we are of the view that subsection 8(2) limits the amounts that a taxpayer may claim in computing employment income if they are not specifically provided for in section 8. Damages are not an expense or cost described in section 8. Consequently, if Professional pays damages as an employee or director, such damages are not deductible in computing his income from an office or employment.

Shareholder status

In your request, you stated that the damages result from a fault committed by Professional in the exercise of his profession. In those circumstances, we are of the view that the damages do not result from an act committed by Professional by reason of his status as a shareholder of the corporation. Consequently, the damages paid by Professional do not constitute an expense incurred by him as a shareholder in order to earn income from property.

These comments are not advance income tax rulings and do not bind the CCRA with respect to any particular factual situation.

Un particulier exerce sa profession par l'intermédiaire d'une société par actions. Il doit payer personnellement un montant à titre de dommages-intérêts suite à une poursuite en responsabilité professionnelle en raison d'une faute commise dans l'exercice de sa profession au sein de la société.

Le montant de dommages-intérêts est-il une dépense déductible dans le calcul du revenu du particulier? Si oui, à quel titre : employé, administrateur ou actionnaire de la société?

Position Adoptée:

Les dommages-intérêts ne sont pas déductibles. Les exigences en matière de déductibilité des dommages sont résumées aux paragraphes 5 et 6 du Bulletin d'interprétation IT-467R2.

Raisons POUR POSITION ADOPTÉE:

Employé / Administrateur : le paragraphe 8(2) de la Loi limite les montants qu'un contribuable peut réclamer dans le calcul de son revenu d'emploi s'ils ne sont pas expressément prévus à l'article 8 de la Loi.

Actionnaire : les dommages-intérêts déboursés par le professionnel ne constituent pas une dépense engagée par ce dernier à titre d'actionnaire en vue de tirer un revenu de bien.

Objet: Déductibilité des dommages-intérêts

La présente fait suite à votre lettre du 25 novembre 2002 dans laquelle vous demandez notre opinion quant à la déductibilité de dommages-intérêts payés par un professionnel incorporé. Nous nous excusons du délai requis pour répondre à votre demande.

Essentiellement, Professionnel est employé, administrateur et unique actionnaire de sa société. Professionnel engage sa responsabilité personnelle et a l'obligation de maintenir une assurance-responsabilité personnelle ainsi qu'une assurance pour la société en raison des fautes ou négligences que lui ou d'autres personnes pourraient commettre dans l'exercice de la profession au sein de la société. Après l'incorporation, une poursuite en responsabilité professionnelle est intentée en raison d'une faute commise par Professionnel dans l'exercice de sa profession au sein de la société. Professionnel doit payer personnellement un montant à titre de dommages-intérêts qui excède la somme couverte par son assurance personnelle.

Vous nous demandez d'une part, si le montant de dommages-intérêts est une dépense déductible dans le calcul du revenu de Professionnel et si oui, d'autre part, à quel titre : employé, administrateur ou actionnaire de sa société?

Nos commentaires

En tenant compte du contexte général de cette demande, il nous est impossible de déterminer à quel titre Professionnel peut avoir à payer des dommages-intérêts. Lorsqu'il s'agit de déterminer si une transaction complétée a reçu le traitement fiscal adéquat, la décision en revient d'abord à nos bureaux des services fiscaux à la suite de l'examen de tous les faits et documents, ce qui est généralement effectué dans le cadre d'une mission de vérification. Nous vous rappelons également que la détermination des implications fiscales pouvant découler d'un règlement éventuel hors cour ou de toute autre entente proposée résultant d'une poursuite à l'endroit d'un professionnel incorporé et de sa société doit être faite par le biais d'une demande de décisions anticipées et ce, tel que décrit dans la Circulaire d'information 70-6R5 du 17 mai 2002. Dans la situation présentée, en considérant que Professionnel doit payer personnellement les dommages-intérêts, nous pouvons toutefois vous présenter les commentaires suivants relativement à la déductibilité de ces montants dans le cas où Professionnel agit à titre d'employé/administrateur ou à titre d'actionnaire de sa société.

Les paragraphes 5 à 8 du Bulletin d'interprétation IT-467R2 expliquent les exigences en matière de déductibilité d'un dédommagement. Essentiellement, la somme doit avoir été déboursée en vue de tirer un revenu d'entreprise ou de bien et être raisonnable dans les circonstances. De plus, selon le paragraphe 12, l'élément intérêts, s'il y a lieu, lorsqu'un dédommagement est accordé, est considéré comme une composante du dédommagement. De tels intérêts compris dans le dédommagement accordé seront déductibles si le dédommagement lui-même l'est.

Statut d'employé/administrateur

Comme vous l'avez précisé dans votre lettre, le paragraphe 8(5) de la Loi de l'impôt sur le revenu (ci-après la " Loi ") prévoit que de l'assurance-responsabilité professionnelle obligatoire pour la conservation d'un statut professionnel reconnu par la loi est déductible dans le calcul du revenu d'emploi. Bien que, par ailleurs, vous soyez d'avis que le paiement des dommages-intérêts encourus par Professionnel est lié à la souscription de son assurance personnelle et que Professionnel ne peut exercer sa profession au sein de la société sans engager sa responsabilité professionnelle, nous sommes d'avis que le paragraphe 8(2) de la Loi limite les montants qu'un contribuable peut réclamer dans le calcul de son revenu d'emploi s'ils ne sont pas expressément prévus à l'article 8 de la Loi. Les dommages-intérêts ne font pas partie des dépenses ou frais décrits à l'article 8 de la Loi. Par conséquent, si Professionnel paie des dommages-intérêts à titre d'employé ou d'administrateur, lesdits dommages ne sont pas déductibles dans le calcul de son revenu de charge ou d'emploi.

Statut d'actionnaire

Dans votre demande, vous indiquez que les dommages-intérêts résultent d'une faute commise par Professionnel dans le cadre de l'exercice de sa profession. Dans ces circonstances, nous sommes d'avis que les dommages-intérêts ne résultent pas d'un acte posé par Professionnel en raison de son statut d'actionnaire de la société. Par conséquent, les dommages-intérêts déboursés par Professionnel ne constituent pas une dépense engagée par ce dernier à titre d'actionnaire en vue de tirer un revenu de bien.
