Dear Sir,

Subject: Change-of-use rules

This letter is in response to your letter of May 26, 2015, in which you requested our views on the above subject.

All statutory references are to the provisions of the Income Tax Act (the "Act") unless otherwise noted.

You referred to a situation in which an individual was the sole owner of a duplex consisting of two units of the same size and having the same characteristics that he acquired at a cost of $XXXXXXXXXX (footnote 1). Upon acquisition of the duplex, the individual lived in one of the units and leased out the other.

At a subsequent point, the individual vacated the previously lived-in unit to move into the previously-rented unit. The unit previously inhabited by the individual was rented out. You stated that after the individual moved, half of the duplex's area continued to be used for the purpose of earning income and the other half continued to be used for personal purposes.

After that time, the individual carried out renovation work that related only to the unit in which the individual lived. The cost of the work, which amounted to $XXXXXXXXXX, was a capital expenditure. According to an assessment obtained from an independent appraiser, the renovation work increased the fair market value ("FMV") of the duplex in the amount of $XXXXXXXXXX. You indicated that in the circumstances, it was reasonable to attribute the increase in the entire FMV to the renovation work done on the unit inhabited by the individual.

We understand that the duplex is a capital property (footnote 2) for the individual and that the work did not change the structure of the duplex in that the two dwellings retain the same dimensions.

Your questions

1. Does the individual's move from one unit to the other unit lead to a change in the duplex's use?

2. Does the renovation work result in a partial change of use occurring?

3. To what extent can the individual deduct, in computing his rental income, certain expenses incurred for the entire duplex that are based to some extent on the value of the duplex, such as property taxes? In particular, you asked us whether the allocation should be made, not on the basis of relative area, but rather on the basis of the cost or FMV of each unit.

4. On a disposition of the duplex, how should the proceeds of disposition be allocated between each unit for the purpose of computing the capital gain, in light of the expenditures incurred for the renovation of the unit and the increase in value arising from the work?

Our Comments

This technical interpretation provides general comments on the provisions of the Act and related legislation, where referenced. It does not confirm the income tax treatment of a particular situation involving a specific taxpayer but is intended to assist you in making that determination. The income tax treatment of particular transactions proposed by a specific taxpayer will only be confirmed by this Directorate in the context of an advance income tax ruling request submitted in the manner set out in Information Circular IC 70-6R7, Advance Income Tax Rulings and Technical Interpretations.

The CRA is of the view that an immovable is normally considered to be a single property for the purposes of section 45(1), unless the property is legally subdivided into two or more separate properties.

Paragraph 45(1)(a) applies only in the case of a complete change of use, that is to say, where a taxpayer has acquired property for some other purpose and at a subsequent time begins to use it for the purpose of earning income, or vice versa. In the situation under consideration, paragraph 45(1)(a) therefore does not apply.

Paragraph 45(1)(c) governs situations where, at any time after a taxpayer has acquired property, there has been a change in the relation between the use regularly made by the taxpayer of the property for gaining or producing income and the use regularly made of the property for other purposes.

In the situation under consideration, although each of the units in the building had undergone a change of use at the time the individual left the unit he then lived in and settled in the unit that had been previously rented, the relation between the use regularly made by the taxpayer of the property for gaining or producing income and the use regularly made of the property for other purposes had not changed at that time. Therefore, there was no change in use of the property for the purposes of paragraph 45(1)(c) at that time by reason of the move of the individual.

Furthermore, we are of the view that renovations done by the individual to only one of the two units in a situation such as that described would not in itself have the effect of changing the relation between the use regularly made by the taxpayer of the property for gaining or producing income and the use regularly made of the property for other purposes. Our comments would, however, be different if the renovation had the effect of changing the relative area of each unit.

Pursuant to paragraph 18(1)(a), an outlay or expense is not deductible in computing the income of a taxpayer from a business or property, except to the extent that it was made or incurred by the taxpayer for the purpose of gaining or producing income from the business or property. Where an expense is incurred in respect of all of a property of which only a part is used for the purpose of gaining or producing income, the expense will be apportioned between the two parts of the property so that only the part of the expense that can reasonably be considered to have been incurred in order to gain or produce income may be deducted. Where a taxpayer rents out part of the property in which the taxpayer lives then, as set out in Guide T4036, Rental Income, the taxpayer may use the leased area or the number of rooms leased in the building to apportion the taxpayer's expenses, provided the allocation is reasonable. It is for each taxpayer to make such an allocation in a reasonable manner in the light of all the circumstances applicable to the taxpayer’s situation.

Your last question is based on the assumption that the increase in value of the duplex between the time it was acquired and the time of the appraisal subsequent to the renovation is entirely attributable to the renovation . It also assumes that the increase in value resulting from the renovation would always be reflected in the fair market value of the duplex at the time of disposition. Since the CRA is unable to verify these assumptions, we cannot comment on the tax consequences of the situation described.

Monsieur,

Objet : Règles sur les changements d’usage

La présente lettre fait suite à votre lettre du 26 mai 2015 dans laquelle vous nous demandez notre opinion concernant le sujet mentionné en titre.

À moins d’indication contraire, tous les renvois législatifs sont des renvois aux dispositions de la Loi de l’impôt sur le revenu (« Loi »).

Vous faites référence à une situation où un particulier est le seul propriétaire d’un duplex composé de deux logements de même dimension et ayant les mêmes caractéristiques, qu’il a acquis à un coût de XXXXXXXXXX $ (footnote 1). Dès l’acquisition du duplex, le particulier habite l’un des logements et loue l’autre.

À un moment donné, le particulier quitte le logement qu’il habitait pour emménager dans le logement du même duplex qui était loué. Le logement auparavant habité par le particulier est loué. Vous affirmez qu’après le déménagement du particulier, la moitié de la superficie du duplex continue d’être utilisée en vue de gagner du revenu et l’autre moitié continue de l’être à des fins personnelles.

Après le moment donné, le particulier effectue des travaux de rénovation qui se rapportent uniquement au logement qu’il habite. Le coût des travaux, qui s’élève à XXXXXXXXXX $, constitue une dépense en capital. Selon une évaluation obtenue d’un évaluateur indépendant, les travaux de rénovation augmentent la juste valeur marchande (« JVM ») du duplex d’un montant de XXXXXXXXXX $. Vous indiquez que dans les circonstances, il est raisonnable d’attribuer la hausse de la JVM en entier aux travaux de rénovation effectués sur le logement habité par le particulier.

Nous comprenons que le duplex est une immobilisation (footnote 2) pour le particulier et que les travaux ne changent pas la structure du duplex en ce que les deux logements conservent les mêmes dimensions.

Vos questions

1. Le déménagement du particulier d’un logement du duplex à l’autre logement entraine-t-il un changement d’usage du duplex?

2. Les travaux de rénovation font-ils en sorte qu’un changement d’usage partiel a lieu?

3. Dans quelles proportions le particulier peut-il déduire, dans le calcul de son revenu de location, certaines dépenses engagées pour l’ensemble du duplex et qui sont basées dans une certaine mesure sur la valeur du duplex, telles que les impôts fonciers? Plus particulièrement, vous nous demandez si la répartition doit être faite non pas en fonction de la superficie mais plutôt en fonction de la répartition du coût ou de la JVM de chaque logement.

4. Lors de la disposition du duplex, comment devrait être reparti pour les fins du calcul du gain en capital, le produit de disposition entre chacun des logements considérant le coût engagé pour les travaux de rénovation d’un logement et l’augmentation de valeur découlant des travaux?

Nos commentaires

La présente interprétation technique offre des commentaires généraux sur des dispositions contenues dans la Loi et d’autres lois connexes, le cas échéant. Elle n’a pas comme but de confirmer le traitement fiscal relativement à une situation donnée mettant en cause un contribuable en particulier, mais plutôt de vous aider à le déterminer. Notre Direction ne confirme le traitement fiscal relatif aux opérations données d’un contribuable en particulier que dans le cadre d’une demande de décision anticipée en impôt présentée de la façon décrite dans la circulaire d’information 70-6R7, Décisions anticipées et interprétations techniques en impôt.

L’Agence du revenu du Canada (« ARC ») est d’avis qu’un immeuble est normalement considéré comme étant un seul et unique bien aux fins du paragraphe 45(1), à moins que ce bien ne fasse l’objet d’une subdivision légale en deux ou plusieurs biens distincts.

Le paragraphe 45(1)a) s’applique uniquement en cas de changement complet d’usage, c’est-à-dire lorsqu’un contribuable a acquis un bien à une autre fin et qu’il commence, à un moment postérieur, à l’utiliser en vue de gagner un revenu, ou vice-versa. En l’espèce, l’alinéa 45(1)a) ne trouve donc pas application.

L’alinéa 45(1)c) régit les situations où il y a un changement, à un moment donné après l’acquisition d’un bien par un contribuable, dans le rapport entre l’usage qu’il en fait habituellement en vue de gagner un revenu et l’usage habituel du bien à une autre fin.

Dans la situation soumise, bien que chacun des logements de l’immeuble ait fait l’objet d’un changement d’usage au moment où le particulier quitte le logement qu’il habitait alors et s’installe dans le logement qui était auparavant loué, le rapport entre l’usage que le particulier fait habituellement de l’immeuble en vue de gagner un revenu et l’usage habituel de l’immeuble à une autre fin n’a pas changé à ce moment. Il n’y a donc pas de changement d’usage de l’immeuble aux fins de l’alinéa 45(1)c) à ce moment en raison du déménagement du particulier.

De plus, nous sommes d’avis que les travaux de rénovation faits par le particulier à un seul des deux logements dans la situation décrite n’auraient pas, en soi, pour effet de changer le rapport entre l’usage que le particulier fait habituellement de l’immeuble en vue de gagner un revenu et l’usage habituel de l’immeuble à une autre fin. Nos commentaires seraient toutefois différents si les travaux de rénovation avaient pour effet de modifier la superficie relative de chacun des logements.

En vertu de l’alinéa 18(1)a), une dépense n’est pas déductible dans le calcul du revenu d’un contribuable tiré d’une entreprise ou d’un bien, sauf dans la mesure où elle a été engagée ou effectuée par le contribuable en vue de tirer un revenu de l’entreprise ou du bien. Lorsqu’une dépense est engagée relativement à l’ensemble d’un bien dont une partie seulement est utilisée en vue de gagner un revenu, la dépense doit être répartie entre les deux parties du bien de manière à ce que seule la partie de la dépense qu’il est raisonnable de considérer avoir été engagée en vue de gagner un revenu soit déduite. Dans le cas où un contribuable loue une partie de l’immeuble qu’il habite, et tel qu’il est énoncé dans le Guide T4036, Revenus de location, il peut utiliser la superficie louée ou le nombre de pièces louées dans l’immeuble pour répartir ses dépenses, pourvu que la répartition soit raisonnable. Il appartient au particulier d’établir cette répartition de manière raisonnable compte tenu de l’ensemble des circonstances applicables à sa situation.

Enfin, votre dernière question est fondée sur l’hypothèse que l’augmentation de valeur du duplex entre le moment où il a été acquis et le moment où l’évaluation a été effectuée, suite à la réalisation des travaux de rénovation, est entièrement attribuable auxdits travaux. Elle pose également pour hypothèse que l’augmentation de valeur découlant des travaux serait toujours reflétée dans la JVM du duplex au moment de la disposition. Puisque l’ARC est dans l’impossibilité de vérifier ces hypothèses, nous ne pouvons pas nous prononcer sur les conséquences fiscales découlant de la situation décrite.

Thus, for example, if a duplex containing two identical units with unit 1 used for personal purposes and unit 2 being rented out, has a reversal of use, so that unit 1 starts to be rented out and unit 2 to be used for personal purposes, the change of use rules would not apply, because the rental-property use of this single property stays at 50%. When asked what would happen if unit 2 then was substantially renovated so that its relative value increased, CRA stated that this:
