Reasons: a) It is the CRA long standing position that the expression “all or substantially all” generally means 90% or more. However, a threshold under 90% may be viewed as meeting the requirement of “all or substantially all”, depending on the facts and circumstances of each case. However, the asset tests provided under the definition of “qualified small business corporation share” in subparagraph 110.6(1) must be met at all time. b) Since the debt of the corporation is extinguished by the dividend payable by the assumption of such debt, the right to such dividend is considered an asset for the purpose of the definition of “qualified small business share”

3. Qualified small business corporation share - all or substantially all

We wish to verify the interpretation of the concepts of "all or substantially all" in the context of a "qualified small business corporation share", more specifically, where a shareholder holds its equity interest in the capital stock of an operating corporation ("Opco") through a holding corporation ("Holdco").

A. The legislative basis and its administrative counterpart

The expression "all or substantially all" in the definition of "qualified small business corporation share" in subsection 110.6(1) generally means "90% or more", according to a longstanding CRA position (footnote 1). While a fixed number has been attached to the expression "all or substantially all", the CRA must consider each case in its particular context to determine whether, in a given situation, the "all or substantially all" test would be satisfied even though the actual proportion is less than 90% (footnote 2).

The expression "used principally" means "more than 50%" (footnote 3). In the context of the 50% for 24 months test provided for in paragraph 110.6(1)(c) of the definition of "qualified small business corporation share", the CRA does not provide any "administrative relief", and specifies that:

"[...] if at any time during the 24-month period preceding the disposition, even for a short period of time [emphasis added], the corporation does not meet the requirements of the test [...], the shares [...] could not be qualified small business corporation shares [...]" (footnote 4) (Our Emphasis).

Caution should therefore be exercised and all monthly bank statements and investment statements of the particular corporation for the 24-month period preceding the closing date should be reviewed.

B. The facts of the case

The typical structure we wish to analyze is one in which all of Opco's participating shares are held by a Holdco, while Holdco's participating shares are held by an individual or a trust. Holdco acts as a flow-through corporation only, so that the only permanent asset is the participating shares that Holdco holds in Opco. Contaminated assets pass through Holdco - i.e., they become part of Holdco's assets for a short time before being distributed to Holdco's shareholder in the form of a dividend.

C. Analysis

The legislative passage that causes the problem is this:

“where, for any particular period of time in the 24-month period ending at the determination time, all or substantially all [emphasis added] of the fair market value of the assets of a particular corporation that is the corporation or another corporation that was connected with the corporation cannot be attributed to assets described in subparagraph (i), shares or indebtedness of corporations described in clause (B), or any combination thereof, the reference in clause (B) to “more than 50%” shall, for the particular period of time, be read as a reference to “all or substantially all” […] (footnote 5)”. (S. 110.6(1), definition of "qualified small business corporation share", (d))". (Our Emphasis)

This passage should be interpreted as follows: Where the corporation to be qualified holds business assets with a FMV of less than 50% of the FMV of its total assets, but holds interests in connected corporations ("subsidiaries") whose FMV must be taken into account in reaching the 50% level of qualifying assets, then the subsidiaries to be qualified must satisfy the 90% additional asset test.

In other words, the 50-90 rule exists to prevent the dilution of non-qualifying assets that can be achieved by transferring qualifying and non-qualifying assets to one or more new subsidiaries.

A strictly textual application of the provision would produce absurd results. Consider the following situation:

An individual holds participating shares of the capital stock of Holdco that have a FMV of $1,000,000, and an ACB and a paid-up capital ("PUC") of $100;
Holdco holds participating shares in the capital stock of Opco with an FMV of $1,000,000, and an ACB and a PUC of $100.
The assets of Holdco consist solely of its interest in Opco.
The assets of Opco consist of the following:

A. Assets used principally in an active business carried on by Opco in Canada: $700,000;

B. Excess cash not considered to be used principally in an active business: $300,000.

We note that 100% of the assets of Holdco qualify - under subparagraph 110.6(1)(c)(ii) of the definition of "qualified small business corporation share", and that 70% of the assets of Opco qualify - under subparagraph 110.6(1)(c)(i) of the definition of "qualified small business corporation share".

Now assume that Opco proceeds with a partial purification of its assets by paying a dividend of $150,000 to Holdco. Holdco then immediately pays a dividend in the same amount to its shareholder. The situation looks like this after Opco has paid a dividend to Holdco but before Holdco pays a dividend to its shareholder:

At that time, the FMV of the shares of the capital stock of Holdco is $1,000,000. However, Holdco's interest in Opco now represents 85% of its assets. More specifically, Holdco's assets consist of:

A. Surplus cash not considered to be used principally in an active business: $150,000;

B. Interest in Opco: $850,000.

Also, at this time, the FMV of the shares of Opco's capital stock is $850,000. The assets that Opco uses principally in its Canadian active business now represent 82% of its assets. Specifically, Opco's assets consist of:

A. Assets used principally in an active business carried on by Opco in Canada: $700,000

B. Excess cash not considered to be used principally in an active business: $150,000.

We therefore note that at this particular point in time, the 50-90 test would not be satisfied and a new 24-month count would have to commence. If Opco had paid a dividend of less than $100,000 or more than $230,000, the 50-90 test would have been satisfied.

Questions to the CRA

(a) If Holdco holds $150,000 in cash for an instant, while it declares a dividend to its own shareholder and distributes the $150,000 to that shareholder, does this "contaminate" Holdco and force the commencement of a new 24-month period?

(b) Alternatively, if Holdco first declares a dividend of $150,000 to its shareholder, payable by the issuance of a note, and then Opco declares a dividend to Holdco, payable by the assumption of the note owed by Holdco to its shareholder, would your interpretation be the same? In this case, no new asset would have been recorded on Holdco's balance sheet and the purpose would be the same.

CRA Response to Question 3(a)

Since the requested question seeks comments on the concept of "all or substantially all" for the purposes of the definition of "qualified small business corporation share" ("QSBCS") in subsection 110.6(1), the CRA will not comment on the other conditions for a share of the capital stock of a corporation to qualify as a QSBCS in the situation described.

The concept of "all or substantially all" is found in paragraph (d) of the definition of QSBCS in subsection 110.6(1). The CRA's longstanding position is that the expression "all or substantially all" generally means 90% or more. However, the CRA recognizes that the "all or substantially all" test could be met even if the 90% threshold is not satisfied, depending on the circumstances and context. Where 90% or more of the FMV of a corporation's assets is not attributable to qualifying assets for purposes of the definition of QSBCS in subsection 110.6(1), the CRA must consider each case on its own merits and determine whether a threshold of less than 90% can be considered to satisfy the "all or substantially all" threshold. Consequently, the CRA cannot take a position on this issue with respect to a hypothetical situation.

That said, it is important to note that the asset tests described in the definition of QSBCS in subsection 110.6(1) (more than 50% or all or substantially all) must be satisfied at all times during the relevant period. Thus, as soon as one of those tests is not met during the relevant period, even for a short period, a share of the capital stock of a corporation will not qualify as a QSBCS.

CRA Response to Question 3(b)

The CRA understands from the scenario described in Question 3(b) that Opco effectively repays the note owed by Holdco to its shareholder that Opco assumed when declaring the dividend in favour of Holdco. Thus, the CRA understands that the dividend declared by Opco in favour of Holdco eliminates the debt owed by Holdco to its shareholder.

As previously stated, the asset tests described in paragraphs (c) and (d) of the definition of QSBCS in subsection 110.6(1) must be satisfied at all times by Holdco during the 24-month period preceding the particular time. The question is therefore whether the dividend declared in favour of Holdco constitutes an asset of Holdco, even if the amount of the dividend does not flow directly through Holdco.

The statement in this question indicates that the transactions described in Question 3(b) would not result in any new assets being recorded on Holdco's balance sheet. The CRA's longstanding position is that all assets of a corporation, whether or not recorded on a corporation's balance sheet, must be considered for purposes of applying the definition of QSBCS in subsection 110.6(1) I.T.A.

Since the term "asset" is not defined in the Income Tax Act, its ordinary meaning must be examined. The Petit Robert de la langue française defines the term "actif" [“asset”] as “l’ensemble des biens ou droits constituant le patrimoine “ ["all the property or rights constituting the patrimony"]. Black's Law Dictionary defines "assets" as follows: "An item that is owned and has value. The entries on a balance sheet."

The “Dictionnaire de la comptabilité et de la gestion financière” [The Dictionary of Accounting and Financial Management] provides a specialized definition of "actif" ["asset"] and "éléments d’actifs" ["asset items"] as follows:

"A component of the balance sheet that describes the economic resources over which entities have control as a result of past transactions or events, and which are expected to provide future economic benefits to the entity. Assets have three essential characteristics:

(1) they represent a future benefit in that they will be able, alone or with others, to contribute directly or indirectly to future cash flows;

(2) The entity is able to control (by virtue of an enforceable right or by any other means) access to that benefit;

(3) The transaction or event giving rise to the entity's right to, or control over, the benefit has already occurred."

Some Canadian court decisions have examined the meaning of the term "assets" in different contexts. Generally, the scope of this term is quite broad and varies depending on the context in which it is used. For example, in a labour law case, King Seagrave Ltd v. Canada Permanent Trust Co.,[footnote: 1985 9 CCEL 31, 51 O.R. (2nd) 567.] it is stated:

"The word “assets” generally means everything available : see Black’s Legal Dictionary ... the search for its meaning must not end with a glance at the dictionary. I accept the submission that it should be given a purposive construction. Considered contextually I think the word “asset” was used in an all-embracing sense..."

In the scenario described in Question 3(b), the CRA is of the view that Holdco has an interest in the dividend declared by Opco and that the interest in such a dividend is an "asset" for the purposes of the definition of QSBCS, regardless of whether it is recorded on the corporation's balance sheet. In particular, Holdco benefits from the dividend declared by Opco even if the amount of the dividend does not pass through Holdco because it allows Holdco to have its liabilities reduced following the payment made by Opco.

3. Action admissible de petite entreprise – totalité ou presque

Nous souhaitons vérifier l’interprétation des notions de « totalité ou presque » dans le contexte d’« action admissible de petite entreprise » (« AAPE »), plus particulièrement quand un actionnaire détient sa participation en actions dans le capital-actions d’une société en exploitation (« OpCo ») à travers une société de gestion de transit (« GesCo »).

A. Les bases législatives et leur pendant administratif

L’expression « totalité, ou presque », à la définition d’« action admissible de petite entreprise » du paragraphe 110.6(1) L.I.R., signifie habituellement « 90 % ou plus », selon une position de longue date de l’ARC (footnote 1) . Alors qu’un chiffre fixe a été assorti à l’expression « totalité, ou presque », l’ARC doit considérer chaque cas d’espèce dans son contexte particulier afin de déterminer si, dans une situation donnée, le critère de la « totalité ou presque » serait satisfait bien que la proportion effective soit inférieure à 90 % (footnote 2) [].

L’expression « utilisé principalement » signifie « plus de 50 % » (footnote 3). Dans le cadre du test de 50 % pendant 24 mois, prévu à l’alinéa 110.6(1)c) L.I.R. de la définition d’« action admissible de petite entreprise », l’ARC ne donne aucun « allègement administratif », et précise ceci :

« […] si à un moment quelconque durant la période de 24 mois qui précède le moment de la disposition, ne serait-ce que pour une courte période de temps , la société ne rencontre pas le test […], les actions […] ne pourront être des actions admissibles […] (footnote 4) » (Notre soulignement)

Il faut donc faire preuve de prudence et revoir tous les états bancaires mensuels et les états de placements de la société donnée durant la période de 24 mois qui précède la date de clôture.

B. Les faits de l’espèce

La structure type que nous souhaitons analyser est celle où l’entièreté des actions participantes d’OpCo est détenue par une GesCo, alors que les actions participantes de GesCo sont détenues par une personne physique ou une fiducie. GesCo agit à titre de société de transit uniquement, de sorte que le seul élément d’actif permanent est constitué des actions participantes que GesCo détient dans OpCo. Des éléments d’actifs contaminants transitent par GesCo – c’est-à-dire qu’ils intègrent le patrimoine de GesCo pendant un bref instant avant d’être distribués à l’actionnaire de GesCo sous forme de dividende.

C. Analyse

Le passage législatif qui cause problème est celui-ci :

« dans le cas où, pour une période donnée comprise dans la période de 24 mois se terminant au moment donné, la totalité, ou presque, de la JVM de l’actif d’une société donnée qui est la société ou un autre société rattachée à celle-ci n’est attribuable ni à des éléments visés […] (à) c)(i), ni (à) c)(ii)(B), ni à une combinaison de tels éléments, […] le passage « plus de 50 % » […] est remplacé […] par le passage « la totalité, ou presque » […] (footnote 5). » (Art. 110.6(1), définition d’ « action admissible de petite entreprise », d) L.I.R.) » (Notre soulignement)

Ce passage doit être interprété de la manière suivante : Lorsque la société à qualifier détient des biens d’entreprise dont la JVM est inférieure à 50 % de la JVM de son actif total, mais qui détient des participations dans des sociétés rattachées (« filiales ») dont la JVM doit être prise en compte pour l’atteinte du niveau de 50 % d’actifs admissibles, les filiales à qualifier doivent alors respecter le test d’actif supplémentaire de 90 %.

En d’autres termes, la règle du 50-90 existe afin d’empêcher la dilution d’éléments d’actifs non admissibles qui peut être réalisée par le transfert de biens admissibles et non admissibles en faveur d’une ou de plusieurs nouvelles filiales.

Une application strictement textuelle de la disposition donnerait des résultats absurdes. Prenons la situation suivante :

Un particulier détient des actions participantes du capital-actions de GesCo qui ont une JVM de 1 M $, un PBR et un capital versé (« CV ») de 100 $;
GesCo détient des actions participantes du capital-actions d’OpCo qui ont une JVM de 1 M $, un PBR et un CV de 100 $.
L’actif de GesCo se compose exclusivement de sa participation dans OpCo.
L’actif d’OpCo se compose de ce qui suit :

A. Éléments utilisés principalement dans une entreprise qu’OpCo exploite activement au Canada : 700 000 $;

B. Encaisse excédentaire qui n’est pas considéré comme un élément utilisé principalement dans une entreprise exploitée activement : 300 000 $.

Nous constatons que 100 % des actifs de GesCo sont admissibles – en application du sous-alinéa 110.6(1)c)(ii) L.I.R. de la définition d’« action admissible de petite entreprise » et que 70 % des actifs d’OpCo sont admissibles – en application du sous-alinéa 110.6(1)c)(i) L.I.R. de la définition d’« action admissible de petite entreprise ».

Supposons qu’OpCo procède à une purification partielle de ses éléments d’actifs en payant un dividende de 150 000 $ à GesCo. GesCo verse ensuite un dividende du même montant à son actionnaire avec célérité. La situation ressemble à ceci après le versement du dividende d’OpCo à GesCo mais avant le versement du dividende de GesCo à son actionnaire :

À ce moment, la JVM des actions du capital-actions de GesCo est de 1 M $. Toutefois, la participation de GesCo dans OpCo représente maintenant 85 % de son actif. Plus précisément, l’actif de GesCo se compose comme suit :

A. Encaisse excédentaire qui n’est pas considéré comme un élément utilisé principalement dans une entreprise exploitée activement : 150 000 $;

B. Participation dans OpCo : 850 000 $.

De même, à ce moment, la JVM des actions du capital-actions d’OpCo est de 850 000 $. Les éléments qu’Opco utilise principalement dans son entreprise exploitée activement au Canada représentent maintenant 82 % de son actif. Plus précisément, l’actif d’OpCo se compose comme suit :

A. Éléments utilisés principalement dans une entreprise qu’OpCo exploite activement au Canada : 700 000 $

B. Encaisse excédentaire qui n’est pas considéré comme un élément utilisé principalement dans une entreprise exploitée activement : 150 000 $.

Nous constatons donc qu’à ce moment précis dans le temps, le test 50-90 ne serait pas satisfait et un nouveau décompte de 24 mois devrait être lancé. Alors que si OpCo avait versé un dividende de purification inférieur à 100 000 $ ou supérieur à 230 000 $, le test 50-90 aurait été satisfait.

Questions à l’ARC

a) Si GesCo détient un montant d’encaisse de 150 000 $ pendant un instant, le temps de déclarer un dividende à son propre actionnaire pour lui attribuer ce montant de 150 000 $, est-ce que cela « contamine » GesCo et force le début de calcul d’une nouvelle période de 24 mois?

b) D’un autre côté, si GesCo déclare en premier un dividende de 150 000 $ à son actionnaire, payable par l’émission d’un billet, et qu’ensuite OpCo déclare un dividende à GesCo, payable par la prise en charge du billet dû par GesCo à son actionnaire, est-ce que votre interprétation serait la même? Dans ce cas, aucun nouvel élément d’actif n’aurait été inscrit au bilan de GesCo et la finalité serait la même.

Réponse de l’ARC à la question 3a)

Puisque la question posée vise à obtenir des commentaires concernant la notion de « la totalité, ou presque » aux fins de la définition d’« action admissible de petite entreprise » (« AAPE ») prévue au paragraphe 110.6(1) L.I.R., l’ARC ne fera aucun commentaire concernant les autres conditions pour qu’une action du capital-actions d’une société se qualifie d’AAPE dans le cadre de la situation décrite.

La notion de « la totalité, ou presque » est notamment présente à l’alinéa d) de la définition d’AAPE au paragraphe 110.6(1) L.I.R. La position de longue date de l’ARC est que l’expression « la totalité, ou presque » signifie généralement 90 % ou plus. Cependant, l’ARC reconnaît que le test de « la totalité, ou presque » pourrait être satisfait même si le seuil de 90% n’est pas atteint, selon les circonstances et le contexte. Lorsque 90 % ou plus de la JVM de l’actif d’une société n’est pas attribuable à des éléments d’actifs admissibles aux fins de la définition d’AAPE au paragraphe 110.6(1) L.I.R., l’ARC doit considérer chaque cas d’espèce selon son contexte particulier et déterminer si un seuil inférieur à 90 % peut être considéré comme satisfaisant le seuil de « la totalité, ou presque ». Par conséquent, l’ARC ne peut pas se prononcer sur cette question à l’égard d’une situation hypothétique.

Cela dit, il est important de souligner que les tests d’actifs décrits à la définition d’AAPE au paragraphe 110.6(1) L.I.R. (plus de 50 % ou la totalité, ou presque) doivent être satisfaits en tout temps pendant la période pertinente. Ainsi, dès que l’un de ces tests n’est pas satisfait durant la période pertinente, et ce, même pour une courte période, une action du capital-actions d’une société ne pourra pas se qualifier d’AAPE.

Réponse de l’ARC à la question 3b)

L’ARC comprend du scénario décrit à la question 3b) qu’OpCo rembourse effectivement le billet dû par GesCo à son actionnaire qu’OpCo a pris en charge lors de la déclaration du dividende en faveur de GesCo. Ainsi, l’ARC comprend que le dividende déclaré par OpCo en faveur de GesCo permet d’effacer la dette que GesCo a envers son actionnaire.

Comme il a été mentionné précédemment, les tests d’actifs décrits aux alinéas c) et d) de la définition d’AAPE au paragraphe 110.6(1) L.I.R. doivent être satisfaits en tout temps par GesCo durant la période de 24 mois qui précède le moment donné. La question est par conséquent de savoir si le dividende qui est déclaré en faveur de GesCo constitue un élément d’actif de celle-ci, et ce, même si le montant du dividende ne transite pas directement par GesCo .

L’énoncé de la présente question indique que dans le cadre des opérations décrites à la question 3b), aucun nouvel élément d’actif ne serait inscrit au bilan de GesCo. La position de longue date de l’ARC est que tous les actifs d’une société, inscrits ou non au bilan d’une société, doivent être considérés aux fins de l’application de la définition d’AAPE au paragraphe 110.6(1) L.I.R.

Comme le terme « actif » n’est pas défini dans la Loi de l’impôt sur le revenu, il faut examiner son sens usuel. Le Petit Robert de la langue française définit le terme « actif » comme « l’ensemble des biens ou droits constituant le patrimoine ». Le dictionnaire Black’s Law Dictionary définit le terme « assets » comme suit : « An item that is owned and has value. The entries on a balance sheet. »

Le Dictionnaire de la comptabilité et de la gestion financière prévoit une définition spécialisée d’ « actif » et « éléments d’actifs » en ces termes :

« Composante du bilan qui décrit les ressources économiques sur lesquelles les entités exercent un contrôle par suite d’opérations ou de faits passés, et qui sont susceptibles de lui procurer des avantages économiques futurs. Les actifs ont trois caractéristiques essentielles :

(1) ils représente un avantage futur en ce qu’ils pourront, seuls ou avec d’autres, contribuer directement ou indirectement au flux de trésorerie futurs;

(2) L’entité est en mesure de contrôler (en vertu d’un droit exécutoire ou par tout autre moyen) l’accès à cet avantage;

(3) L’opération ou le fait à l’origine du droit de l’entité de bénéficier de l’avantage, ou à l’origine du contrôle qu’elle a sur celui-ci, a déjà eu lieu. »

Certaines décisions des tribunaux canadiens ont examiné la signification du terme « actifs » ou « assets » dans différents contextes. Généralement, la portée de ce terme est assez large et varie en fonction du contexte dans lequel il est utilisé. Dans le scénario décrit à la question 3b), l’ARC est d’avis que GesCo a un droit dans le dividende déclaré par OpCo et que le droit à un tel dividende est un « actif » aux fins de la définition d’AAPE et ce, sans égard au fait qu’il soit inscrit ou non au bilan de la société. En effet, GesCo bénéficie du dividende déclaré par OpCo même si le montant du dividende ne transite pas par GesCo puisqu’il permet à GesCo de voir son passif réduit à la suite du paiement fait par OpCo.

An individual holds the common shares of Holdco having an FMV of $1 million, and Holdco’s only asset is the common shares of Opco, also with an FMV of $1 million. $700,000 of Opco’s assets are used principally in its active business carried on primarily in Canada and $300,000 are excess cash. Stopping there, the para. (d) rule in the qualified small business corporation share (QSBCS) definition would not be engaged because 100% of Holdco’s assets were qualified assets, being shares of Opco which satisfied the 50% asset test in para. (b).

Suppose, however, that, under a “purification” transaction, Opco pays a cash dividend of $150,000 to Holdco, which immediately pays a dividend in the same amount to the individual. At the instant in time in which Holdco held such cash, more than 10% of its assets would not be the qualifying assets listed in para. (d), which would apparently mean that Opco at the relevant times would now be required to satisfy a 90% rather than 50% asset test, which would not be met because its excess cash assets were $150,000/$850,000, or 18%. However, the QSBC test would be met if the dividend was greater than $230,000 or less than $100,000.

(a) Would such holding of the $150,000 in cash by Holdco for an instant in time “contaminate” it and require a fresh 24-month period to restart?

(b) If instead Holdco declared and paid a $150,000 dividend, payable to its shareholder by a note, and Opco declared a dividend payable through discharging the note, with no new asset thereby being recorded on Holdco's balance sheet, would the result be the same?

(a) CRA noted that it “recognize[d] that the ‘all or substantially all’ test could be met even if the 90% threshold is not satisfied, depending on the circumstances and context” and further noted that if one of “the asset tests described in the definition of QSBCS in subsection 110.6(1) (more than 50% or all or substantially all) must be satisfied at all times during the relevant period …. is not met during the relevant period, even for a short period, a share of the capital stock of a corporation will not qualify as a QSBCS.”

(b) CRA stated:

Holdco has an interest in the dividend declared by Opco and … the interest in such a dividend is an "asset" for the purposes of the definition of QSBCS, regardless of whether it is recorded on the corporation's balance sheet. In particular, Holdco benefits from the dividend declared by Opco even if the amount of the dividend does not pass through Holdco because it allows Holdco to have its liabilities reduced following the payment made by Opco.
