Position: Possibly. However, the averaging rule in subsection 47(1) could still apply to the short sale.

Reasons: A short sale transaction includes two dispositions for tax purposes for the short seller. The first disposition occurs when the short sale is entered into and the security sold at that time is not a security acquired under a stock option agreement. However, subsection 7(1.31) could apply to the second disposition, which occurs when an identical security acquired under a stock option agreement is returned to the lender.

Question 7

Employment-related share options and identical goods

Where a taxpayer acquires a security under an agreement referred to in subsection 7(1) and certain conditions are satisfied, subsection 7(1.31) and subsection 47(3) create an exception to the average cost rule found in subsection 47(1) and thereby minimize the tax consequences normally associated with the application of the general rules applicable to the disposition of identical properties. One of the conditions for the application of subsection 7(1.31) is that a taxpayer acquires, at a particular time, a particular security under an agreement referred to in subsection 7(1) and then disposes of a security identical to that security no later than the 30th thirtieth day after the day that includes the particular time.

Consider the example of a taxpayer (the “Employee”) who holds a stock option from the individual’s employer under an agreement referred to in subsection 7(1) (the “Option”). Prior to exercising the Option, the Employee makes a short sale of a security identical to the share that he may acquire under the Option.

To do so, the Employee borrows the identical security from a third party (the “Lender”) and then sells it in the market. When borrowing the security, the Employee undertakes to deliver to the Lender a security identical to the borrowed security. The exercise of the Option will allow the Employee to acquire the security for the purpose of delivering it to the Lender, thus enabling him to cover his position. The Employee proceeds with the short sale independently. It is not a cashless exercise under the employer’s plan. The short sale therefore has no impact on the computation of the benefit arising from the exercise of the Option, which will be determined pursuant to paragraph 7(1)(a). However, in the context of the short sale, the Employee disposes of the security before acquiring it by virtue of the agreement referred to in paragraph 7(1).

The Employee has made an election under subsection 39(4) in the past. Under that election, all Canadian securities (as defined in subsection 39(6)) held by the Employee (including the security of the Employer acquired pursuant to the exercise of the Option) are considered to be capital property of the Employee and dispositions of Canadian securities of the Employee are considered to be dispositions of capital property.

In addition, the Employee held a number of identical securities of the Employer, acquired in prior years, prior to the short sale. Other than the above transactions, the Employee does not dispose of any other securities of the employer during the period beginning on the day of the short sale and ending on the day the securities are delivered to the Lender.

Question to the CRA

Could subsection 7(1.31) and, consequently, subsection 47(3) apply in a situation where the Employee exercises the Option and covers his position by delivering to the Lender the security acquired following the exercise of the Option within a period of 30 days following the short sale?

CRA Response

The situation that you have submitted does not allow us to identify with certainty the legal relationships between the various parties involved and, consequently, the tax consequences related to this series of transactions. A detailed analysis of all the contracts and agreements would be necessary in order to definitively determine the tax consequences applicable to a particular situation. However, we are able to provide the following general comments, which may not be fully applicable in a particular situation.

Subsection 7(1.31) deals with the situation where a taxpayer acquires a security under an agreement referred to in subsection 7(1) ("Newly-acquired Security"). and the taxpayer disposes of a security identical to the Newly-acquired Security no later than 30 days after the acquisition of the Newly-acquired Security. Where all of the conditions of subsection 7(1.31) are satisfied, that subsection deems the Newly-acquired Security to be the security that was disposed of by the taxpayer. In summary, subsection 7(1.31) specifies the order of disposition of securities.

For the purposes of the average cost rule for identical properties rule in subsection 47(1), subsection 47(3) indicates, inter alia, that a security to which subsection 7(1.31) applies is deemed not to be identical to any other security acquired by the taxpayer. Consequently, the adjusted cost base ("ACB") of each of the securities to which subsection 7(1.31) applies will be calculated without reference to the ACB of any other security held by the taxpayer.

In order to determine whether subsection 7(1.31) may apply in the context of a short sale, it is necessary to understand certain tax consequences generally applicable to a short sale.

The CRA's position is that a short seller generally acquires the securities when it borrows shares for the purpose of a short sale, whether or not under a "securities lending arrangement" (as defined in subsection 260(1)). The acquisition cost to the short seller of the borrowed securities generally includes the FMV of the securities at the time the short lender transfers them to the short seller. On the short sale, it is the borrowed securities that the short seller is considered to have disposed of.

Where the short seller subsequently acquires identical securities and delivers them to the lender to cover its short position, it is the identical securities so acquired that the short seller is considered to have disposed of.

Thus, the CRA is of the view that a short seller generally makes two dispositions of securities in a short sale. Both dispositions must therefore be considered.

Generally, as stated in paragraph 18 of Interpretation Bulletin IT-479R (footnote 1), gains or losses on short sales of securities are considered to be on income account. However, whether the gain or loss on a particular transaction is to be taxed as income or as a capital gain or loss is a question of fact which can only be resolved after a full examination of all the facts relating to a particular situation. On the other hand, subject to subsection 39(5), it is possible that a taxpayer may be able to make an election under subsection 39(4) in respect of Canadian securities (as defined in subsection 39(6)) sold short. Indeed, for the purposes of the subsection 39(4) election, a Canadian security also includes a security described in subsection 39(6) that is sold short.

Where, in a taxation year for which an election under subsection 39(4) applies, a taxpayer makes a short sale, the two dispositions of securities (both the one that occurs at the time of the short sale and the one that occurs subsequently when the borrower delivers securities to the lender to cover its short position) are deemed to be dispositions of capital property to the short seller.

In the situation described, we are of the view that the Employee makes two dispositions that would be deemed to be dispositions of capital property. For purposes of calculating the capital gain or loss, if any, arising from these two dispositions, it would be necessary not only to determine the ACB of the Newly-acquired Security (the employer's security acquired pursuant to the exercise of the Option), which the Employee will dispose of by delivering it to the Lender, but also to determine the ACB of the security acquired by the Employee at the time of the borrowing and sold in the market on the short sale.

With respect to the first disposition, that of the security acquired on the borrowing, subsection 7(1.31) would not apply since that security would not have been acquired pursuant to an agreement referred to in subsection 7(1). Consequently, the average cost of identical properties rule in subsection 47(1) would apply to determine the ACB of the security acquired on the borrowing.

However, with respect to the second disposition, that of the Newly-acquired Security, subsection 7(1.31) could apply, provided that the Newly-acquired Security was delivered to the Lender by the borrower within the 30-day period following the day on which the Option was exercised and that the other conditions of subsection 7(1.31) were satisfied. If this were the case, the average cost of identical properties rule in subsection 47(1) would not apply to determine the ACB of the Newly-acquired Security pursuant to subsection 47(3).

Option d’achat d’action dans le cadre de l’emploi et biens identiques

Lorsqu’un contribuable acquiert un titre en vertu d’une convention visée au paragraphe 7(1) de la Loi de l’impôt sur le revenu (« L.I.R. ») et que certaines conditions sont remplies, le paragraphe 7(1.31) L.I.R. et le paragraphe 47(3) L.I.R. créent une exception au principe du coût moyen que l’on retrouve au paragraphe 47(1) L.I.R. et permettent ainsi de minimiser les incidences fiscales qui sont normalement associées à l’application des règles générales applicables à la disposition de biens identiques. L’une des conditions d’application du paragraphe 7(1.31) L.I.R. est que le contribuable acquière, à un moment donné, un titre donné aux termes d’une convention mentionnée au paragraphe 7(1) L.I.R. puis, dispose d’un titre identique à ce titre au plus tard le trentième jour suivant le jour qui comprend le moment donné.

Prenons l’exemple d’un contribuable (« Employé ») qui détient une option d’achat d’action de son employeur en vertu d’une convention visée au paragraphe 7(1) L.I.R. (« Option »). Avant d’exercer l’Option, l’Employé effectue une vente à découvert d’un titre identique à l’action qu’il peut acquérir en vertu de l’Option. Pour ce faire, l’Employé emprunte le titre identique d’un tiers (« Prêteur ») et le vend ensuite sur le marché. Lors de l’emprunt du titre, il s’engage à remettre au Prêteur un titre identique au titre emprunté. L’exercice de l’Option permettra à l’Employé d’acquérir le titre aux fins de la remise au Prêteur, ce qui lui permettra de couvrir sa position. L’Employé procède à la vente à découvert de manière indépendante. Il ne s’agit pas d’une opération effectuée dans le cadre d’un mécanisme de levée d’options sans décaissement (cashless exercice) prévu dans le cadre du régime mis en place par l’employeur. La vente à découvert n’a donc aucun impact sur le calcul de l’avantage découlant de l’exercice de l’Option, qui sera déterminé en vertu de l’alinéa 7(1)a) L.I.R. Cependant, dans le cadre de la vente à découvert, l’Employé dispose du titre avant de l’avoir acquis en vertu de la convention visée au paragraphe 7(1) L.I.R.

L’Employé a fait le choix prévu au paragraphe 39(4) L.I.R. dans le passé. En vertu de ce choix, tous les titres canadiens (au sens de la définition prévue au paragraphe 39(6) L.I.R.) que l’Employé détient (dont le titre de l’employeur acquis dans le cadre de l’exercice de l’Option) sont considérés comme des immobilisations lui appartenant et les dispositions de titres canadiens de l’Employé sont considérées comme des dispositions d’immobilisations. Par ailleurs, l’Employé détenait un certain nombre de titres identiques de l’employeur, acquis au cours d’années précédentes, avant de procéder à la vente à découvert. Outre les opérations susmentionnées, l’Employé ne dispose d’aucun autre titre de l’employeur au cours de la période qui commence le jour de la vente à découvert et se termine le jour de la remise des titres au Prêteur.

Question à l’ARC

Le paragraphe 7(1.31) L.I.R. et, par conséquent, le paragraphe 47(3) L.I.R., pourraient-ils s’appliquer dans la situation où l’Employé exerce l’Option et couvre sa position en remettant au Prêteur le titre acquis suite à l’exercice de l’Option à l’intérieur d’un délai de 30 jours suivant la vente à découvert?

Réponse de l’ARC

La situation que vous nous avez soumise ne nous permet pas d’identifier avec certitude les relations juridiques entre les différents intervenants et, par le fait même, les conséquences fiscales reliées à cette série d’opérations. Une analyse détaillée de tous les contrats et ententes serait nécessaire afin de déterminer de manière définitive les conséquences fiscales applicables à une situation donnée. Nous sommes toutefois en mesure de fournir les commentaires généraux suivants, qui pourraient ne pas s’appliquer intégralement dans une situation particulière donnée.

Le paragraphe 7(1.31) L.I.R. vise la situation où un contribuable acquiert un titre en vertu d’une convention visée au paragraphe 7(1) L.I.R. (« Titre nouvellement acquis ») et qu’il dispose, au plus tard 30 jours après l’acquisition du Titre nouvellement acquis, d’un titre identique au Titre nouvellement acquis. Lorsque l’ensemble des conditions du paragraphe 7(1.31) L.I.R. sont réunies, ce paragraphe répute que le Titre nouvellement acquis est celui dont le contribuable a disposé. En résumé, le paragraphe 7(1.31) L.I.R. vient préciser l’ordre de disposition des titres.

Pour l’application de la règle du coût moyen des biens identiques prévue au paragraphe 47(1) L.I.R., le paragraphe 47(3) L.I.R. indique, entre autres, qu’un titre auquel le paragraphe 7(1.31) L.I.R. s’applique est réputé n’être identique à aucun autre titre acquis par le contribuable. Par conséquent, le prix de base rajusté (« PBR ») de chacun des titres visés par le paragraphe 7(1.31) L.I.R. sera calculé sans qu’il soit tenu compte du PBR de quelque autre titre détenu par le contribuable.

Pour déterminer si le paragraphe 7(1.31) L.I.R. peut s’appliquer dans le cadre d’une vente à découvert, il est nécessaire de comprendre certaines conséquences fiscales généralement applicables à une vente à découvert.

La position de l’Agence du revenu du Canada (« ARC ») est qu’un vendeur à découvert acquiert en général les titres lorsqu’il emprunte des actions aux fins d’une vente à découvert, que ce soit dans le cadre d’un « mécanisme de prêt de valeurs mobilières » (au sens de la définition prévue au paragraphe 260(1) L.I.R.) ou non. Le coût d’acquisition des titres empruntés pour le vendeur à découvert comprend en général la juste valeur marchande des titres au moment où le prêteur à découvert les lui transfère. Lors de la vente à découvert, ce sont les titres empruntés dont le vendeur à découvert est considéré avoir disposé.

Lorsque le vendeur à découvert acquiert par la suite des titres identiques et les remet au prêteur afin de couvrir sa position à découvert, ce sont les titres identiques ainsi acquis dont le vendeur à découvert est considéré avoir disposé.

Ainsi, l’ARC est d’avis qu’un vendeur à découvert effectue généralement deux dispositions de titres dans le cadre d’une vente à découvert. Ces deux dispositions doivent donc être considérées.

En général, tel qu’il est énoncé au numéro 18 du Bulletin d’interprétation IT-479R (footnote 1) , les gains réalisés ou les pertes subies sur des ventes à découvert de titres sont considérés au titre de revenu. Toutefois, la question de savoir si le gain ou la perte résultant d’une opération donnée doit être imposé à titre de revenu ou à titre de gain ou perte en capital est une question de fait qui ne peut être résolue qu’après un examen complet de tous les faits se rapportant à une situation donnée. Par ailleurs, sous réserve du paragraphe 39(5) L.I.R., il est possible qu’un contribuable puisse se prévaloir du choix prévu au paragraphe 39(4) L.I.R. à l’égard de titres canadiens (au sens de la définition prévue au paragraphe 39(6) L.I.R.) vendus à découvert. En effet, aux fins de l’application du choix prévu au paragraphe 39(4) L.I.R., un titre canadien comprend également un titre décrit au paragraphe 39(6) L.I.R. qui est vendu à découvert.

Lorsque, dans une année d’imposition pour laquelle un choix en vertu du paragraphe 39(4) L.I.R. s’applique, un contribuable procède à une vente à découvert, les deux dispositions de titres (tant celle qui survient au moment de la vente à découvert que celle qui survient ultérieurement, lors de la remise de titres au prêteur par l’emprunteur afin de couvrir sa position à découvert) sont réputées êtres des dispositions d’immobilisations pour le vendeur à découvert.

Dans la situation décrite, nous sommes d’avis que l’Employé effectuerait deux dispositions qui seraient réputées être des dispositions d’immobilisations. Aux fins de calculer le gain ou la perte en capital, le cas échéant, découlant de ces deux dispositions, il faudrait non seulement déterminer le PBR du Titre nouvellement acquis (le titre de l’employeur acquis dans le cadre de l’exercice de l’Option), dont l’Employé disposera en le remettant au Prêteur, mais il faudrait aussi déterminer le PBR du titre acquis par l’Employé au moment de l’emprunt et vendu sur le marché lors de la vente à découvert.

En ce qui concerne la première disposition, celle du titre acquis lors de l’emprunt, le paragraphe 7(1.31) L.I.R. ne pourrait pas s’y appliquer puisque ce titre n’aurait pas été acquis dans le cadre d’une convention visée au paragraphe 7(1) L.I.R. Par conséquent, la règle du coût moyen des biens identiques prévue au paragraphe 47(1) L.I.R. s’appliquerait pour déterminer le PBR du titre acquis lors de l’emprunt.

Cependant, en ce qui concerne la seconde disposition, celle du Titre nouvellement acquis, le paragraphe 7(1.31) L.I.R. pourrait s’y appliquer, dans la mesure où le Titre nouvellement acquis était remis au Prêteur par l’emprunteur à l’intérieur du délai de 30 jours suivant le jour qui comprend l’exercice de l’Option et que les autres conditions du paragraphe 7(1.31) L.I.R. étaient respectées. Si tel était le cas, la règle du coût moyen des biens identiques prévue au paragraphe 47(1) L.I.R. ne s’appliquerait pas pour déterminer le PBR du Titre nouvellement acquis et ce, en vertu du paragraphe 47(3) L.I.R.

An employee, who engages in a short sale transaction to finance the exercise of stock options on the shares of the individual’s employer, short sells identical shares borrowed from a third-party lender and uses the short sale proceeds to inter alia fund the option exercise – and then uses the shares acquired on exercise to cover the short position. The employee had previously made an s. 39(4) election and, at the time of the short sale, held other identical shares.

Regarding the shares that the employee acquired on exercise and promptly disposed of by delivering to the lender to cover the short position, s. 7(1.31) generally would oust the application of ACB averaging under s. 47(1), so that no gain would be realized on that disposition (assuming no value change subsequent to exercise).

However, s. 7(1.31) would not apply to the disposition of the shares that were borrowed and then sold, because such shares “would not have been acquired pursuant to an agreement referred to in subsection 7(1).” CRA then noted:

Consequently, the average cost of identical properties rule in subsection 47(1) would apply to determine the ACB of the security acquired on the borrowing.
