Subject: Concept of acquisition of control

This is in response to your email dated September 25, 2014, in which you requested our views on the application of the concept of acquisition of control for the purposes of the Income Tax Act (hereinafter the "Act") in a hypothetical situation that you presented.

Unless otherwise indicated, any reference herein to a section or any of its provisions is to a provision of the Act.

This technical interpretation provides general comments on the provisions of the Act. It does not confirm the income tax treatment of a particular situation involving a specific taxpayer but is intended to assist you in making that determination. The income tax treatment of particular transactions proposed by a specific taxpayer will only be confirmed by this Directorate in the context of an advance income tax ruling request submitted in the manner set out in Information Circular IC 70-6R6, Advance Income Tax Rulings and Technical Interpretations.

1) Situation presented

A, B, C, D, E, F and G hold common shares in the capital stock of Opco in the following proportions:

A, B and C are related persons within the meaning of subsection 251(2).

E, F and G are related persons within the meaning of subsection 251(2).

D is not related to any of the other shareholders of Opco.

A, B, C, D, E, F and G act in concert to control Opco.

A acquires the shares in the capital of Opco held by E, F, and G.

You referred to the last sentence of paragraph 8 of Interpretation Bulletin IT-302R3, Losses of a Corporation: The Effect that Acquisitions of Control, Amalgamations, and Windings-up have on Their Deductibility, After January 15, 1987, which states:

“When the group of shareholders diminishes and includes only members of an initially larger group, there generally should be no acquisition of control for the purposes of the rules governing transfer of losses.”

2) Questions

You asked whether the Canada Revenue Agency (CRA) agrees with your interpretation that the acquisition by A of the shares in the capital stock of Opco held by E, F and G would not result in the acquisition of control of Opco.

In addition, you asked what the position of the CRA would be if shares in the capital stock of Opco held by E, F and G were instead bought by a corporation (hereinafter "Holdco"), all of whose shares were held by A.

Finally, you asked what the position of the CRA would be if the shares in the capital stock of Opco held by E, F and G were purchased by A, B, C and D in proportion to the percentage of shares in the capital stock of Opco held by each.

3) Our comments regarding the situation presented

You referred to a portion of paragraph 8 of Interpretation Bulletin IT-302R3. It seems pertinent to reproduce paragraphs 7 and 8 of this Interpretation Bulletin in full:

ACQUISITIONS AND DISPOSALS OF A MINORITY INTEREST

7. A person may acquire a minority interest in a loss corporation by purchasing shares from one or more shareholders of the corporation and, usually, an acquisition of control will not occur. However, in cases involving the acquisition of a minority interest, all the circumstances must be examined. For example, the type of corporation (private, public, closely held), who previously controlled the corporation, the number or percentage of shares acquired, the method of acquisition (purchase of existing shares, transfer upon death, the issuing of treasury shares, purchase pursuant to a purchase/sale agreement, etc.), communities of interest, actions in concert and so on would be examined to determine whether control has been acquired. When shares are acquired, even by a minority shareholder, following negotiations involving the controlling shareholder or shareholders, it may sometimes be in order to presume that a group or a new group has acquired control of the corporation. For example, in the case of a small, private corporation with substantial losses, it would be unusual for a person to acquire a minority interest without obtaining certain guarantees from the majority shareholders and without acting pursuant to a prearranged plan (which suggests a common interest and action in concert). It is therefore natural to assume that the arrival of this new shareholder will trigger an acquisition of control by a new group of which he or she is part.

Similarly, in the case of public corporations or when the group of shareholders is large, it may be in order to presume that control has not been acquired unless the new shareholder and the former controlling group clearly act in concert.

8. The same situation prevails when several shareholders act in concert to control a corporation and one of them sells his or her shares to the others. However, before concluding that a group acted in concert and that control has been acquired by the new smaller group, all the circumstances will be examined, including the number and the percentage of shares traded. The objective of the acquisition of control rules is to limit the transfer of losses in an acquisition of control situation. When the group of shareholders diminishes and includes only members of an initially larger group, there generally should be no acquisition of control for the purposes of the rules governing transfer of losses.

The comments in paragraph 8 of Interpretation Bulletin IT-302R3 seems to apply only to the situation described, that is to say a case where, before the transfer of shares, a group control a given corporation and, after the transfer of shares, a smaller group of members of the initial group continue to control the particular corporation, for example, following the acquisition of minority interests. In our view, these comments do not address a situation where only one person controls the particular corporation after the transfer of shares. In the situation presented, by acquiring the common shares in the capital stock of Opco held by E, F and G, A would hold 56% of the common shares in the capital stock of Opco. Consequently, A would control Opco. Indeed, in these circumstances, jurisprudence recognizes that control by one person excludes simultaneous control by a group (see Southside Car Market Ltd. v. The Queen, 82 DTC 6179, (FCTD), cited more recently in Emory v. The Queen, 2010 DTC 1074 (TCC)). The acquisition by A of the common shares in the capital stock of Opco held by E, F and G would therefore result in an acquisition of control of Opco.

Respecting your second question, in the situation where Holdco acquires shares in the capital stock of Opco held by E, F and G, the CRA would consider that the control of Opco also would be acquired by A. In particular, with his direct and indirect (through Holdco) interest in Opco, A would control Opco after the share transfer. Paragraph 17 of Interpretation Bulletin IT-64R4, Corporations: Association and Control (Consolidated), refers to indirect control as follows:

It is possible for a person to have de jure control over a corporation without ownership of any of its shares if that person controls one or more other corporations which, singly or among them, have voting control of the first-mentioned corporation. For example, if Y controls Corporation A which in turn controls Corporation B, then Y also controls Corporation B. Similarly, if Corporation P controls Corporations M and N which, between them, own more than 50 per cent of the voting shares of Corporation X, then Corporation P controls Corporation X, and all four of the corporations are associated with each other. See Vineland Quarries and Crushed Stone Limited v. MNR, 66 DTC 5092, [1966] CTC 69 (affirmed from the bench without written reasons by the Supreme Court of Canada, 67 DTC 5283).

Respecting your last question, the described acquisition of the shares in the capital stock of Opco by A, B, C and D would establish respective interests of 31%, 14%, 16% and 39%. Paragraph 8 of Interpretation Bulletin IT-302R3 states that, before concluding that a group acted in concert and that control has been acquired by the new smaller group, all the circumstances will be examined, including the number and the percentage of shares traded. In the present situation, the related group of A, B and C would have an interest of 61% in the shares in the capital stock of Opco. That could ["pourrait"] represent a sufficient common link to indicate that a new group controlled Opco. In such determination, it also is necessary to take into account that a significant number of the shareholders of Opco (three out of seven) would cease to be such and the total interest of the departing shareholders would represent a significant percentage (36%) of the totality of the shares of Opco. This situation differs significantly from the case of a departing shareholder with little or no common link or common interest with the other shareholders with which it did not act in concert, and thus did not form part of the corporation’s control group.

In light of the foregoing, and based on the information you have provided to us, it is our view that it is quite likely ["fort probable"] that there would be an acquisition of control of Opco resulting from the transfer of the shares in the capital stock of Opco held by E, F and G in favor of A, B, C and D.

Objet : Notion d'acquisition de contrôle

La présente est en réponse à votre courriel du 25 septembre 2014 dans lequel vous nous demandez notre opinion relativement à l'application de la notion d'acquisition de contrôle aux fins de la Loi de l'impôt sur le revenu (ci-après la « Loi ») dans le cadre d'une situation hypothétique que vous présentez.

À moins d'indication contraire, toute référence à un article de loi ou à une de ses composantes dans le présent document constitue une référence à un article de la Loi ou à une de ses composantes.

La présente interprétation technique offre des commentaires généraux sur des dispositions législatives contenues dans la Loi. Cela n'a pas pour but de confirmer le traitement fiscal relativement à une situation donnée, mais plutôt de vous aider à le déterminer. Notre Direction ne confirme le traitement fiscal relatif à des opérations données que dans le cadre d'une demande de décision anticipée en matière d'impôt sur le revenu présentée de la façon décrite dans la circulaire d'information IC 70-6R6, Décisions anticipées et interprétations techniques en matière d'impôt sur le revenu.

1) Situation présentée

A, B, C, D, E, F et G détiendraient des actions ordinaires dans le capital-actions de la société Opco selon les proportions suivantes :

Vous mentionnez la dernière phrase du paragraphe 8 du bulletin d'interprétation IT-302R3, Pertes d'une corporation Effet des prises de contrôle, des fusions et des liquidations sur leur déductibilité Après le 15 janvier 1987, qui indique :

« Lorsque l'effectif d'un groupe d'actionnaires diminue et ne comprend plus que certains membres d'un groupe auparavant plus nombreux, il n'y aura pas, en général, de prise de contrôle en vertu des règles régissant le transfert des pertes. »

2) Questions

Vous demandez si l'Agence du revenu du Canada (« ARC ») est en accord avec votre interprétation à l'effet que l'acquisition par A des actions du capital-actions d'Opco détenues par E, F et G ne résulterait pas en l'acquisition du contrôle d'Opco.

De plus, vous demandez quelle serait la position de l'ARC si les actions du capital-actions d'Opco détenues par E, F et G étaient plutôt achetées par une société (ci-après « Holdco ») dont la totalité des actions du capital-actions étaient détenues par A.

Enfin, vous demandez quelle serait la position de l'ARC si les actions du capital-actions d'Opco détenues par E, F et G étaient achetées par A, B, C et D en proportion du pourcentage d'actions du capital-actions d'Opco détenues par chacun.

3) Nos commentaires relativement à la situation présentée

Vous référez à une partie du paragraphe 8 du bulletin d'interprétation IT-302R3. Il nous apparaît pertinent ici de reprendre au complet les paragraphes 7 et 8 de ce bulletin d'interprétation:

Acquisitions et dispositions d'une participation minoritaire

7. Une personne peut acquérir une participation minoritaire dans une corporation déficitaire en achetant des actions d'un ou de plusieurs actionnaires de la corporation et, habituellement, il n'en résulte pas de prise de contrôle. Toutefois, dans ces cas, il faut en examiner tous les aspects; par exemple, le genre de corporation (privée, publique, à peu d'actionnaires), à qui revenait auparavant le contrôle de la corporation, le nombre ou le pourcentage d'actions achetées, la méthode d'acquisition (achat d'actions existantes, transfert au décès, émission d'actions autodétenues, transaction en vertu d'un contrat d'achat ou de vente, etc.), les intérêts communs, les actions concertées, etc. Cependant, même lorsqu'un actionnaire minoritaire achète des actions à la suite de négociations avec le ou les principaux actionnaires, on peut supposer qu'un groupe existant ou un nouveau groupe a pris le contrôle de la corporation. Par exemple, dans le cas d'une petite corporation privée ayant subi des pertes importantes, il est peut [sic] probable qu'une personne achète une participation minoritaire sans obtenir d'abord certaines garanties des actionnaires majoritaires et sans agir conformément à un plan préétabli (ce qui fait croire à un intérêt commun et à une concertation). On peut par conséquent présumer que l'arrivée de ce nouvel actionnaire entraînera une prise de contrôle par un nouveau groupe dont il fait lui-même partie.

De même, dans le cas de corporations publiques ou lorsque le groupe d'actionnaires est important, il convient sans doute de présumer qu'aucune prise de contrôle n'a eu lieu, à moins que le nouvel actionnaire et l'ancien groupe dominant ne se concertent clairement.

8. La même situation s'applique lorsque plusieurs actionnaires agissent de concert pour contrôler une corporation et que l'un d'eux vend ses actions aux autres. Cependant, avant de conclure qu'un groupe est solidaire et que le nouveau groupe d'actionnaires moins nombreux a pris le contrôle, il faudra examiner tous les aspects pertinents, notamment le nombre et le pourcentage d'actions échangées. Les règles régissant une prise de contrôle ont pour objectif de limiter le transfert des pertes advenant une telle prise de contrôle. Lorsque l'effectif d'un groupe d'actionnaires diminue et ne comprend plus que certains membres d'un groupe auparavant plus nombreux, il n'y aura pas, en général, de prise de contrôle en vertu des règles régissant le transfert des pertes.

Le commentaire au paragraphe 8 du bulletin d'interprétation IT-302R3 nous apparaît s'appliquer uniquement à la situation décrite, c'est-à-dire un cas où, avant le transfert d'actions, un groupe contrôlerait une société donnée et, après le transfert d'actions, un groupe réduit formé de membres du groupe initial continuerait de contrôler la société donnée, par exemple, à la suite de l'acquisition de participations minoritaires. Selon nous, ce commentaire ne vise pas une situation où une seule personne contrôlerait la société donnée après le transfert d'actions. Dans la situation présentée, en acquérant les actions ordinaires du capital-actions d'Opco détenues par E, F et G, A détiendrait 56 % des actions ordinaires du capital-actions d'Opco. Par conséquent, A contrôlerait Opco. En effet, dans ces circonstances, la jurisprudence reconnait que le contrôle exercé par une personne exclut le contrôle simultané par un groupe (se référer à Southside Car Market Ltd. c. la Reine, 82 DTC 6179, (C.F. 1ère inst.), décision citée plus récemment dans Emory c. La Reine, 2010 DTC 1074 (CCI)). L'acquisition par A des actions ordinaires du capital-actions d'Opco détenues par E, F et G résulterait donc en une acquisition du contrôle d'Opco.

Pour votre deuxième question, dans la situation où Holdco ferait l'acquisition des actions du capital-actions d'Opco détenues par E, F et G, l'ARC considèrerait que le contrôle d'Opco aurait aussi été acquis par A. En effet, avec sa participation directe et indirecte dans Opco (par l'entremise de Holdco), A contrôlerait Opco après le transfert d'actions. Le paragraphe 17 du bulletin d'interprétation IT-64R4, Sociétés: association et contrôle (consolidé), mentionne ce qui suit concernant le contrôle indirect :

Une personne peut avoir le contrôle de droit d'une société sans pour autant posséder des actions de cette société, pourvu que cette personne contrôle une ou plusieurs autres sociétés qui, seules ou entre elles, ont le contrôle, par leur droit de vote, de la première société. Par exemple, si Y contrôle la Société A, qui, elle, contrôle la Société B, Y contrôle par conséquent la Société B. De même, si la Société P contrôle les Sociétés M et N, qui, entre elles, possèdent plus de 50 % des actions avec droit de vote de la Société X, alors la Société P contrôle la Société X, et les quatre sociétés sont associées (voir l'affaire Vineland Quarries and Crushed Stone Limited v. MNR, 66 DTC 5092, [1966] CTC 69, (affirmé de vive voix sans que la Cour suprême du Canada n'en ait exposé les raisons par écrit, 67 DTC 5283).

Pour votre dernière question, l'acquisition décrite des actions du capital-actions d'Opco par A, B, C et D établirait leur participation respective à 31 %, 14 %, 16 % et 39 %. Dans la présente situation, le groupe de personnes liées, formé de A, B et C, se retrouve avec une participation de 61 % dans le capital-actions d'Opco. Cela pourrait représenter un lien commun suffisant qui indiquerait qu'un nouveau groupe contrôlerait Opco. Dans cette détermination, il faudrait aussi tenir compte du fait qu'un nombre significatif d'actionnaires d'Opco (trois sur sept) quitteraient et que la participation totale des actionnaires sortants représenterait un pourcentage important (36 %) de l'ensemble des actions du capital-actions d'Opco. Cette situation diffère notamment du cas où l'actionnaire sortant avait peu ou pas de lien ou d'intérêt commun avec les autres actionnaires ou qu'il n'agissait pas de concert avec ceux-ci, et donc du cas où l'actionnaire sortant ne faisait pas partie du groupe de contrôle de la société.

Compte tenu de ce qui précède et sur la base des seuls renseignements que vous nous avez fournis, nous sommes d'avis qu'il est fort probable qu'une acquisition de contrôle d'Opco résulterait du transfert des actions du capital-actions d'Opco détenues par E, F et G en faveur de A, B, C et D.
