Principal Issues: Whether a taxpayer would be entitled to claim a reserve where he has included in business income amounts received in the taxation year for services not rendered by the end of the taxation year in a situation where the obligation to perform the services is towards a government body and not the client. In other words, the taxpayer is under no obligation under his contract with his client to return the prepayment to the client in the event that the services are never rendered.
Position: No.
Reasons: A taxpayer could not claim a reserve if under an agreement with its client, the taxpayer was allowed to retain the prepayment made by the client in any event, regardless of whether or not the services or goods will in fact ever be provided. In other words, under this type of clause, the taxpayer would be allowed to retain the prepayment even if the taxpayer did not fulfill its obligations under the contract and was in default.

Lorsqu'un contribuable, dans le calcul du revenu tiré d'une entreprise, a inclus des sommes reçues dans l'année d'imposition pour des services qui ne sont pas rendus avant la fin de l'année d'imposition, il peut déduire, selon l'alinéa 20(1)m) L.I.R., une somme raisonnable à titre de provision relativement à des services qui devront être rendus après la fin de l'année.
Est-ce que l'alinéa 20(1)m) L.I.R. pourrait s'appliquer même si l'entente entre un contribuable et son client, permettait au contribuable de retenir le paiement anticipé effectué par le client dans tous les cas et ce, peu importe que les services ou les marchandises ne soient en fait jamais fournis? Un exemple d'une telle situation pourrait se produire si l'obligation de rendre les services était envers les autorités gouvernementales et non pas envers son client.
Réponse de l'ARC
L'application de l'alinéa 20(1)m) au revenu payé d'avance permet au contribuable dans certaines circonstances, de reporter la réalisation de ce revenu jusqu'au moment où les services sont effectivement rendus ou les marchandises effectivement livrées. Le revenu payé d'avance est inclus dans le revenu du contribuable dans l'année où il est reçu, mais le contribuable peut réclamer la provision prévue à l'alinéa 20(1)m). Ce mécanisme d'inclusion et de déduction permet la réalisation de ces revenus au fur et à mesure que les prestations les justifiant sont effectuées.
Cependant dans certains cas, la déduction d'une provision selon l'alinéa 20(1)m) peut s'avérer inappropriée ou inadéquate, compte tenu de l'économie de la Loi. Là encore, c'est après avoir examiné l'ensemble des faits et des circonstances entourant une situation donnée qu'il sera possible de déterminer s'il y a lieu d'appliquer l'alinéa 20(1)m). Cette détermination doit se faire au cas par cas.
À titre d'exemple, l'alinéa 20(1)m) ne s'applique pas dans les cas où l'entente conclue entre le contribuable et son client stipulerait légalement qu'il serait loisible au contribuable de retenir le paiement anticipé effectué par le client dans tous les cas et ce, peu importe que les services ou les marchandises ne soient en fait jamais fournis. En d'autres termes, en vertu de ce genre de clause, le contribuable serait autorisé à conserver le paiement anticipé même si le contribuable ne remplit pas les obligations qu'il a contractées et est en défaut.

Prepaid Income-Application of Paragraph 20(1)(m) ITA
When a taxpayer, in calculating his business income, includes amounts received in the taxation year for services not yet rendered at the end of the taxation year, the taxpayer may, under paragraph 20(1)(m) ITA, deduct a reasonable amount as a reserve in respect of services to be rendered after the end of the year.
Could paragraph 20(1)(m) ITA apply even if the agreement between a taxpayer and his client allowed the taxpayer to retain the prepayment from the client in any event, even if the goods or services were never actually provided? An example of such a situation could occur if the requirement to provide the services was toward a government authority, not the client.
CRA Response
The application of paragraph 20(1)(m) ITA to prepaid income allows a taxpayer, under certain circumstances, to defer the recognition of income to the period in which the services are actually rendered or the goods actually delivered. The prepaid income is included in the taxpayer's income in the year in which it is received, but the taxpayer may claim the reserve under paragraph 20(1)(m) ITA. This inclusion and deduction mechanism allows the recognition of income as the services justifying it are provided.
In certain cases, however, the deduction of a reserve under paragraph 20(1)(m) ITA may be inappropriate or inadequate having regard to the scheme of the ITA. Again, only after a review of all the facts and circumstances surrounding a given situation can it be determined whether it would be appropriate to apply paragraph 20(1)(m) ITA. Such determination will need to be made on a case-by-case basis.
For example, take a case in which the agreement between the taxpayer and his client provided that the taxpayer could retain the prepayment from the client in any event, regardless of whether or not the goods or services were in fact ever provided. In other words, under this type of clause, the taxpayer would be allowed to retain the prepayment even if he did not meet its obligations under the contract, and was in default. In such cases, we are of the opinion that the taxpayer could not claim a reserve under paragraph 20(1)(m) ITA.
