Principal Issues: An individual ("Mr. X") owns 100 % of the shares of OPCO. A freeze is carried out at OPCO's level. In the process, Mr. X disposes of his OPCO common shares in consideration for preferred shares of OPCO. A key employee of OPCO incorporates "EMPLOYEECO" and subcribes for 100 common shares for a nominal amount in cash. Mr. X and EMPLOYEECO then subscribe for 85 % and 15% respectively of OPCO common shares, for nominal amounts in cash. Mr. X then disposes of 15 % of his OPCO preferred shares in favour of EMPLOYEECO, in consideration for a promissory note. Mr. X claims a capital gains deduction in respect of the gain realized on the sale of the OPCO preferred shares. Funds used to pay the purchase price of the OPCO preferred shares come from OPCO's surpluses.

Position: After the proposed transactions, Mr. X continues to own a significant interest in OPCO, both in votes and value. In fact, Mr. X continues to control OPCO. EMPLOYEECO may be viewed as merely accommodating Mr. X since EMPLOYEECO does not appear to have any independent interest in acquiring the preferred shares of OPCO. CRA would consider applying section 84.1. Under this provision, EMPLOYEECO would be deemed to have paid a dividend to Mr. X. Alternatively, subsection 245(2) may apply to redetermine the tax consequences and to recharacterize the proceeds received by Mr. X as a taxable dividend. The scenarios described appear to involve surplus stripping that would be contrary to the scheme of the Act. The scheme of the Act calls for the treatment of distributions to shareholders of corporate property as income, irrespective of the form of such distributions.

Question 10

Gel en faveur d'employés-clés

Un actionnaire (" Monsieur X ") qui détient 100% des actions ordinaires d'une société opérante (" OPCO ") dont la juste valeur marchande (" JVM ") est de 2 000 000 $, désire faire participer un employé-clé à 15% du capital-actions d'OPCO.

Opérations proposées:

1. Monsieur X procédera à un gel, en disposant de ses actions ordinaires en contrepartie d'actions privilégiées rachetables au gré du détenteur ayant une JVM de 2 000 000 $.

2. L'employé-clé constituera une société (" EMPLOYÉCO ") dans laquelle il souscrira à 100 actions ordinaires pour 100 $.

3. Monsieur X souscrira à 85% des actions ordinaires d'OPCO pour 85 $, tandis que EMPLOYÉCO souscrira à 15% des actions ordinaires d'OPCO pour 15 $.

4. Monsieur X disposera d'actions privilégiées de gel d'une valeur de 300 000 $, soit 15% en faveur d'EMPLOYÉCO, en contrepartie d'un billet de 300 000 $. Monsieur X profitera de l'exemption pour gains en capital de 300 000 $.

5. Afin que EMPLOYÉCO puisse rembourser le billet de 300 000 $ à Monsieur X, OPCO procédera graduellement au rachat des actions privilégiées détenues par EMPLOYÉCO, au fur et à mesure qu'OPCO réalisera des profits.

Questions:

a) L'ARC considère-t-elle que la situation décrite ci-dessus s'apparente à celle décrite dans l'interprétation technique no. 9336285 et qu'il n'existerait pas de lien de dépendance entre Monsieur X et EMPLOYÉCO aux fins de l'article 84.1 L.I.R. La réponse serait-elle la même pour chacune des variantes suivantes:

- OPCO détient 300 000 $ en liquidités dans son compte de banque et rachète immédiatement les actions détenues par EMPLOYÉCO.

- OPCO emprunte 300 000 $ auprès d'une institution financière et rachète immédiatement les actions détenues par EMPLOYÉCO.

b) Supposons que dans les transactions proposées, le pourcentage d'actions privilégiées acquis par EMPLOYÉCO soit supérieur au pourcentage d'actions participantes acquises. À titre d'exemple, EMPLOYÉCO se porte acquéreur d'actions privilégiées d'une valeur de 500 000 $, soit 25% de la valeur de la société, mais que la souscription en actions ordinaires demeure à 15%. Les réponses en a) seraient-elles différentes pour chacune des variantes présentées:

- OPCO détient 500 000 $ en liquidités.

- OPCO emprunte 500 000 $ auprès d'une institution financière.

- OPCO procède graduellement au rachat des actions détenues par EMPLOYÉCO au fur et à mesure qu'elle réalise des profits?

c) Si la transaction portait simplement sur 35% des actions ordinaires détenues initialement par Monsieur X, est-ce que l'ARC considérerait que le gain en capital de 700 000 $ réalisé par ailleurs par Monsieur X, serait réputé être un dividende reçu d'EMPLOYÉCO? En d'autres termes, est-ce que l'ARC considérerait que cette transaction n'est en réalité qu'un dépouillement de surplus?

Réponse de l'ARC

Nous prenons comme hypothèse aux fins des présentes qu'EMPLOYÉCO n'agirait pas, sur le plan juridique, à titre de mandataire d'OPCO relativement à l'achat des actions privilégiées du capital-actions d'OPCO. Si tel était le cas, le paragraphe 84(3) L.I.R. serait alors applicable.

Deux éléments importants se dégagent des scénarios décrits aux alinéas a) et b) de l'énoncé de la présente question.

Dans un premier temps, il appert qu'à la suite des transactions proposées, Monsieur X conserverait une participation importante dans OPCO. Ainsi, Monsieur X conserverait le contrôle d'OPCO. De plus, la JVM de la participation que conserverait Monsieur X dans OPCO serait significative, lorsque comparée à la JVM totale d'OPCO. Cet élément diffère notamment de l'exemple donné au paragraphe 4 du Supplément 1 de la Circulaire d'information 88-2. Dans cet exemple, l'actionnaire-vendeur disposait de la totalité de sa participation dans la société opérante.

Dans un deuxième temps, il est clair que les fonds reçus par Monsieur X dans les scénarios décrits aux alinéas a) et b) de l'énoncé de la présente question émaneraient d'OPCO. Ceci diffère notamment de la décision Geransky c. La Reine, 2001 DTC 243, [2001] 2 CTC 2147, où le tribunal a statué que l'argent reçu par le contribuable avait été payé à même les propres fonds de l'acheteur, et non à même les fonds de l'une des sociétés alors détenues par le contribuable.

Conformément à l'alinéa 251(1)c), la question de savoir si des personnes non liées ont ou non un lien de dépendance à un moment donné est une question de fait. Le paragraphe 26 du Bulletin d'interprétation IT-419R2 indique entre autres que le cas où une partie à une transaction ne fait qu'accommoder l'autre partie en vue d'obtenir un certain résultat fiscal peut en être un où ces parties ont un lien de dépendance parce qu'elles n'ont pas d'intérêts économiques distincts correspondant à une opération commerciale courante entre des parties qui agissent chacune en fonction de ses propres intérêts. Dans les scénarios décrits aux alinéas a) et b) de l'énoncé de la présente question, EMPLOYÉCO ne nous semble pas avoir d'intérêt économique distinct à acquérir les actions privilégiées du capital-actions d'OPCO détenues par Monsieur X, autre que celui d'accommoder Monsieur X. À cet égard, il faut notamment souligner que l'objectif d'insérer EMPLOYÉCO (et indirectement l'employé-clé) dans l'actionnariat d'OPCO aurait très bien pu être atteint aux termes du gel et des souscriptions d'actions ordinaires d'OPCO dans les proportions voulues, sans que Monsieur X n'ait à disposer d'actions privilégiées du capital-actions d'OPCO en faveur d'EMPLOYÉCO.

Il faut également souligner le fait qu'EMPLOYÉCO n'a pas de ressources financières propres lui permettant d'acquérir les actions privilégiées du capital-actions d'OPCO. Les fonds nécessaires à cette acquisition émaneraient invariablement d'OPCO, laquelle est et continuera d'être contrôlée par Monsieur X. Cet élément doit aussi être considéré lorsqu'il faut déterminer si Monsieur X et EMPLOYÉCO ont ou non un lien de dépendance entre eux lors de l'achat des actions privilégiées du capital-actions d'OPCO.

Compte tenu de ce qui précède, nous sommes d'avis qu'il est fort probable qu'il puisse exister un lien de dépendance de fait entre Monsieur X et EMPLOYÉCO en ce qui a trait à la disposition des actions privilégiées du capital-actions d'OPCO par Monsieur X en faveur de EMPLOYÉCO. En conséquence, l'ARC considérerait sérieusement l'application de l'article 84.1 L.I.R., et ce à titre de position principale. Aux termes de l'alinéa 84.1(1)b) L.I.R., un dividende serait réputé avoir été versé par EMPLOYÉCO et reçu par Monsieur X au moment de la disposition des actions privilégiées du capital-actions d'OPCO.

À titre de position secondaire, l'ARC considérerait l'application du paragraphe 245(2) L.I.R. afin de déterminer à nouveau les conséquence fiscales découlant des deux scénarios et de recaractériser le produit reçu par Monsieur X à titre de dividende. En effet, nous sommes d'avis que les scénarios décrits aux alinéas a) et b) de l'énoncé de la présente question constitueraient des opérations de dépouillement de surplus qui seraient contraires à la structure de la L.I.R. Cette structure de la L.I.R. se dégage notamment de l'alinéa 12(1)j) L.I.R. qui réfère lui-même à la sous-section h, dont font notamment parties le paragraphe 84(3) et l'article 84.1 L.I.R.. Selon la jurisprudence, cette structure de la L.I.R. exige qu'une distribution de biens émanant d'une société en faveur de ses actionnaires, peu importe la forme de cette distribution, soit traitée à titre de revenu au niveau des actionnaires, et non à titre de gain en capital.

Il est à noter que dans le cadre d'un panel sur la disposition générale anti-évitement tenu au Congrès de l'APFF d'octobre 2001, l'ARC avait analysé un scénario similaire à ceux décrits dans la présente question. Un contribuable procédait à la cristallisation de la déduction pour gains en capital à l'égard d'actions d'une société opérante. Ce contribuable disposait ensuite d'une partie de ses actions de la société opérante en faveur d'une nouvelle société de gestion constituée par d'autres actionnaires de la société opérante. La nouvelle société de gestion utilisait les surplus de la société opérante pour acquitter le prix d'achat des actions. Le contribuable continuait d'être actionnaire de la société opérante. L'ARC avait indiqué qu'elle appliquerait l'article 84.1 à titre de position principale et le paragraphe 245(2) à titre de position secondaire à l'égard d'un tel scénario.

Par ailleurs, nous ne sommes pas certains de bien comprendre le scénario décrit à l'alinéa c) de l'énoncé de la présente question. Dans la mesure où ce scénario signifie que Monsieur X redeviendrait le seul et unique actionnaire d'OPCO aux termes des transactions, nous sommes d'avis que l'article 84.1 L.I.R., et alternativement le paragraphe 245(2) L.I.R., seraient applicables. Le rôle d'" accommodateur " ou de " facilitateur " d'EMPLOYÉCO envers Monsieur X ressortirait alors de manière encore plus marquée.

En ce qui a trait au document no. 9336285 auquel il est fait référence dans l'énoncé de la présente question, il faut souligner que ce document prenait comme hypothèse que l'acheteur et le vendeur n'avaient pas entre eux de lien de dépendance. De plus, ce document mentionne de manière expresse que la question de savoir si le vendeur et la société qui acquiert les actions ont entre eux un lien de dépendance est une question de fait sur laquelle aucune opinion n'est offerte.

En terminant, nous tenons à rappeler que l'application de l'article 84.1 et du paragraphe 245(2) L.I.R. nécessite l'analyse de tous les faits et circonstances se rapportant à une situation particulière donnée. À cet égard, lorsque des contribuables envisagent d'effectuer des opérations où l'une de ces dispositions pourrait s'appliquer, il est recommandé d'obtenir une décision anticipée en matière d'impôt sur le revenu avant de procéder à de telles opérations.

Question 10

Freeze in favour of key employees

A shareholder ("Mr. X"), who holds 100% of the common shares of an operating corporation ("OPCO") whose fair market value ("FMV") is $2,000,000, wants to have a key employee participate in 15% of OPCO's capital stock.

Proposed transactions:

1. Mr. X will implement a freeze by disposing of his common shares in consideration for redeemable preferred shares with a FMV of $2,000,000.

2. The key employee will incorporate a corporation ("EMPLOYEECO") in which he will subscribe for 100 common shares for $100.

3. Mr. X will subscribe for 85% of OPCO common shares for $85, and EMPLOYEECO will subscribe for 15% of OPCO common shares for $15.

4. Mr. X will dispose of OPCO preferred shares worth $300,000, that is, 15%, in favour of EMPLOYEECO, in consideration for a $300,000 promissory note.

Mr. X will claim a capital gains deduction in respect of the gain realized on the sale of the shares.

5. In order for EMPLOYEECO to repay Mr. X the $300,000 promissory note, OPCO will gradually redeem the preferred shares held by EMPLOYEECO, as OPCO earns profits.

Questions:

a) Does the CRA consider the situation described above to be similar to that described in Technical Interpretation 9336285, and that Mr. X and EMPLOYEECO would be dealing at arm's length for the purposes of section 84.1 I.T.A? Would the answer be the same for each of the following variations?

- OPCO has $300,000 in cash in its bank account and immediately redeems the shares held by EMPLOYEECO;

- OPCO borrows $300,000 from a financial institution and immediately redeems the shares held by EMPLOYEECO.

b) Let us suppose that in the proposed transactions, EMPLOYEECO purchased a larger percentage of preferred shares than participating shares. For example, EMPLOYEECO purchases preferred shares worth $500,000, or 25% of the value of the corporation, but the common share subscription is still 15%. Would the responses in (a) be different for each of the following variations?

- OPCO has $500,000 in cash;

- OPCO borrows $500,000 from a financial institution;

- OPCO gradually redeems the shares held by EMPLOYEECO as it earns profits.

c) If the transaction simply involved 35% of the OPCO common shares held initially by Mr. X, would the CRA consider that the $700,000 capital gain otherwise realized by Mr. X would be deemed to be a dividend received from EMPLOYEECO? In other words, would the CRA consider this transaction to be nothing more than surplus stripping?

The CRA's response

We assume in the present situation that EMPLOYEECO would not be legally acting as OPCO's agent in the purchase of the OPCO preferred shares. If it were, subsection 84(3) I.T.A. would apply.

Two important facts emerge from the scenarios described in paragraphs (a) and (b) of this question.

First, it appears that after the proposed transactions are carried out, Mr. X would continue to hold a significant interest in OPCO. In this way, Mr. X would retain control of OPCO. Further, the FMV of Mr. X's remaining interest in OPCO would be significant when compared to OPCO's total FMV. This aspect differs, among other things, from the example provided in paragraph 4 of the Supplement 1 to Information Circular 88-2. In this example, the selling shareholder disposed of all of his or her interest in the operating corporation.

Second, it is clear that the funds received by Mr. X in the scenarios described in paragraphs (a) and (b) of this question would come from OPCO. This differs, among other things, from Geransky v. Her Majesty, 2001 DTC 243, [2001] 2 CTC 2147, where the court ruled that the money received by the taxpayer had been paid out of the purchaser's own funds, not from the funds of one of the corporations then held by the taxpayer.

Pursuant to paragraph 251(1)(c), it is a question of fact whether, at a particular time, unrelated persons deal with each other at arm's length. Mention is made in paragraph 26 of Interpretation Bulletin IT-419R2 that the situation where one party to a transaction is merely accommodating the other party in an attempt to obtain a certain tax result may be a situation where the parties are not dealing at arm's length because they do not have separate economic interests which reflect the ordinary commercial dealings between parties acting in their own separate interests. In the scenarios outlined in paragraphs (a) and (b) of this question, it does not seem to us that EMPLOYEECO has a separate economic interest in acquiring the OPCO preferred shares held by Mr. X, other than to accommodate Mr. X. On this point, it should be noted that the goal of integrating EMPLOYEECO (and indirectly the key employee) into OPCO's share ownership could have been achieved with the freeze and the subscriptions for OPCO common shares in the desired proportions, without Mr. X having to dispose of OPCO preferred shares in favour of EMPLOYEECO.

It should also be noted that EMPLOYEECO does not have financial resources of its own enabling it to purchase the OPCO preferred shares. The funds required for this acquisition would invariably come from OPCO, which is and will continue to be controlled by Mr. X. This fact must also be taken into account when determining whether Mr. X and EMPLOYEECO are dealing at arm's length when the OPCO preferred shares are purchased.

Based on the foregoing, we are of the opinion that it is very likely that Mr. X and EMPLOYEECO would not be dealing at arm's length in respect of Mr. X's disposition of the OPCO preferred shares to EMPLOYEECO. Consequently, the CRA would seriously consider applying section 84.1 I.T.A. as its primary position. Pursuant to paragraph 84.1(1)(b) I.T.A., a dividend would be deemed to be paid to Mr. X by EMPLOYEECO and received by Mr. X from EMPLOYEECO at the time of the disposition of the OPCO preferred shares.

As its secondary position, the CRA would consider applying subsection 245(2) I.T.A. in order to redetermine the tax consequences and to recharacterize the proceeds received by Mr. X as a taxable dividend. We are of the view that the scenarios described in paragraphs (a) and (b) of this question involve surplus stripping and would be contrary to the scheme of the I.T.A. The scheme of the I.T.A. is described, among other things, in paragraph 12(1)(j) I.T.A. where reference is made to subdivision h, which includes, among other things, subsection 84(3) and section 84.1 I.T.A. Based on the jurisprudence, the scheme of the I.T.A. calls for the treatment of distributions to shareholders of corporate property as income, not as capital gains, irrespective of the form of such distributions.

It should be noted that during a panel on the General Anti-Avoidance Rule held at the APFF Conference in October 2001, the CRA analyzed a scenario similar to those described in this question. A taxpayer was crystallizing the capital gains deduction in respect of the shares of an operating corporation. This taxpayer then disposed of a portion of his or her shares of the operating corporation in favour of a new holding company incorporated by other shareholders of the operating corporation. The new holding company used the surpluses from the operating corporation to pay the purchase price of the shares. The taxpayer continued to be a shareholder of the operating corporation. The CRA indicated that, in this particular scenario, it would apply section 84.1 as a primary position and subsection 245(2) as a secondary position.

We are unsure whether we clearly understand the scenario described in paragraph (c) of this question. Insofar as this scenario means that Mr. X would once again be the sole shareholder of OPCO as a result of the transactions, we are of the view that section 84.1 I.T.A. or subsection 245(2) I.T.A., would apply. EMPLOYEECO's role as "accommodator" or "facilitator" toward Mr. X would then be even more apparent.

With respect to document no. 9336285 to which reference is made in this question, it should be noted that this document was based on the assumption that the purchaser and the vendor were dealing at arm's length. Further, mention is specifically made in this document that the question of whether the vendor and the corporation acquiring the shares were dealing at arm's length is a question of fact upon which no opinion was provided.

In conclusion, we would like to point out that the application of subsections 84.1 and 245(2) of the ITA generally requires a review of all the facts and circumstances surrounding a specific situation. Where the taxpayers intend to carry out transactions to which one of these provisions may apply, we recommend that they obtain an advance income tax ruling beforehand.
