Reasons:

The property may not be capital property of the subsidiary.

In addition, subparagraphs 88(1)(c)(v) and (vi) and paragraph 88(1)(d.2) may apply.

Dear Sir,

Subject: Bump in the cost of capital property

This is in reply to your letter of September 5, 2000, in which you requested our opinion regarding the above subject in relation to the situation described below. We apologize for the delay in responding to your request.

Our understanding of the facts relating to your request, as submitted by you, is as follows.

SITUATION

Mr. X owned two corporations incorporated under the same jurisdiction, Aco and Bco. Each operates in the same field.

The main asset of each of Aco and Bco was eligible capital property, which was identical property that could be divided into units, each of which could be sold separately. Aco owned 80 units valued at $80,000; Bco owned 20 units valued at $20,000. The cumulative eligible capital for these units was nil to both Aco and Bco.

Mr. X's objective was to dispose of his two corporations to two incorporated purchasers, HoldcoA and HoldcoB. You stated that Mr. X, HoldcoA and HoldcoB were not related to each other.

To enable each of HoldcoA and HoldcoB to hold 50% of the units, the following transactions were carried out:

1. Aco sold 30 units to Bco pursuant to subsection 85(1) of the Income Tax Act (the "Act"), for an agreed amount of $1. In consideration, Aco received 30,000 preferred shares of Bco (the "Subject Shares") with a value of $30,000.

2. Mr. X sold his Aco shares to HoldcoA for $80,000.

3. Aco was wound up into HoldcoA. Since the Subject Shares were capital property, their adjusted cost base was increased by $30,000 on the winding-up.

4. HoldcoA subsequently sold the Subject Shares to HoldcoB for $30,000. Since the adjusted cost base on the winding-up was $30,000, no capital gain arose on the disposition.

5. Mr. X sold his Bco shares to HoldcoB for $20,000.

6. As a result of these transactions, Mr. X had sold all of his Aco and Bco shares for $100,000 to HoldcoA and HoldcoB. HoldcoA owned 50 units and HoldcoB owned all the shares of Bco, which owned 50 units.

YOUR QUESTION

Does the increase in the cost of the Subject Shares to HoldcoA described in paragraph 3 above comply with the Act? If not, under which provision of the Act is it prevented?

YOUR COMMENTS

Subparagraph 88(1)(c)(vi), the purpose of which is to prevent a corporation from disposing of all of its property in order to reacquire part of it, does not apply in this case (backdoor butterfly) and no other provision appears to prevent this bump.

OUR COMMENTS

As stated in paragraph 22 of Information Circular 70-6R4 dated January 29, 2001, it is the practice of the Canada Customs and Revenue Agency (CCRA) not to issue written opinions regarding proposed transactions otherwise than by way of advance income tax rulings. Furthermore, when it comes to whether a completed transaction has received appropriate tax treatment, that determination rests first with our Tax Services Offices following their review of all facts and documents, which is usually performed as part of an audit engagement. However, we can offer the following general comments.

For the purposes of paragraph 88(1)(d), a bump in the cost of a particular property that is distributed to a parent corporation is possible only if inter alia the property was a "capital property", other than an "ineligible property" of the subsidiary at the time that the parent corporation last acquired control of the subsidiary, as provided for in paragraph 88(1)(c).

It appears to us that, in the situation you have presented to us, the cost of the Subject Shares may not be able to be bumped under paragraph 88(1)(c) based on the following findings.

Capital Property

Although you assert, in the present situation, that the Subject Shares issued to Aco in connection with the transactions described above are "capital property" of Aco, it appears to us that, prima facie, this may not be the case.

Section 54.2 provides that, where any person has disposed of property that consisted of all or substantially all of the assets used in an active business carried on by that person to a corporation for consideration that included shares of the corporation, the shares shall be deemed to be capital property of the person.

The Technical Notes that were issued when section 54.2 was introduced provide as follows:

A prerequisite to the application of the new rule is that the shares be issued as consideration for all or substantially all of the assets used in an active business. Section 54.2 is not intended to apply where a taxpayer sells indirectly, through the sale of shares of a corporation, a non-business asset or only some of the assets used in a business.

In the situation you have described, section 54.2 does not apply, since Aco did not dispose of all or substantially all of its assets to Bco in consideration for the shares it received from Bco.

Consequently, given the series of transactions in this case, it could be argued that the Bco shares held by Aco were not capital property to Aco at the time HoldcoA acquired control of Aco and therefore could not qualify for designation pursuant to paragraph 88(1)(d).

Ineligible property

Non-arm's length

Paragraphs 251(1)(a) and (c) provide that, for the purposes of the Act, related persons are deemed not to deal with each other at arm's length and that, generally, it is a question of fact whether persons not related to each other are at a particular time dealing with each other at arm’s length.

Paragraph 16 of Interpretation Bulletin IT-419R sets out the following criteria as applied by the courts in determining whether a transaction has occurred at arm's length:

was there a common mind which directs the bargaining for both parties to a transaction;
were the parties to a transaction acting in concert without separate interests; and
was there "de facto" control.

With respect to the second test, the Tax Court of Canada stated in Gestion Yvan Drouin Inc. v. The Queen, 2001 DTC 72, at page 86:

… that it will be met where a person merely participates in a transaction, not for his own benefit but for someone else's or, even if he is acting for his own benefit, if he is also acting for someone else in a context of reciprocity. That person is acting without a separate interest and not independently in his own interest.

We believe that, given the series of transactions as such planned by Mr. X and particularly the participation in concert of Mr. X, HoldcoA and HoldcoB in carrying out the series of transactions, it could be concluded that Mr. X and/or one or other of the corporations involved were not dealing with each other at arm's length at some point during the series. If this were the case, i.e., if it were determined that in this case, at a particular time, certain parties to the transactions were not dealing at arm's length with each other, the following consequences could result.

a) Application of subparagraph 88(1)(c)(v) of the Act

Subparagraph 88(1)(c)(v) provides that property acquired by the subsidiary from, among others, any person who was not dealing at arm's length with the parent, otherwise than because of a right referred to in paragraph 251(5)(b), where the acquisition of that property was part of a series of transactions or events in which the parent last acquired control of the subsidiary, constitutes ineligible property for purposes of the designation pursuant to paragraph 88(1)(d).

If it can be concluded that, in this case, the shares of Bco acquired by Aco were acquired from a person who did not deal at arm's length with HoldcoA, we are of the view that the shares in question would constitute ineligible property for purposes of the bump pursuant to subparagraph 88(1)(c)(v).

b) Application of subparagraph 88(1)(c)(vi) of the Act

Subparagraph 88(1)(c)(vi) provides that a property distributed to the parent on the winding-up of the subsidiary is an ineligible property for purposes of the designation pursuant to paragraph 88(1)(d) where, inter alia, as part of the series of transactions or events that includes the winding-up, the following conditions are satisfied:

(A) the parent acquired control of the subsidiary, and

(B) any property distributed to the parent on the winding-up or any other property acquired by any person in substitution therefor is acquired by

(I) a particular person (other than a specified person) that, at any time during the course of the series and before control of the subsidiary was last acquired by the parent, was a specified shareholder of the subsidiary … .

For the purposes of subparagraph 88(1)(c)(vi), subparagraph 88(1)(c.2)(iii) provides that a person is considered to be a "specified shareholder" of a corporation if the person meets the definition of "specified shareholder" in subsection 248(1) with the modifications set out in clause 88(1)(c.2)(iii)(A) that relate thereto. Consequently, for the purposes of subparagraph 88(1)(c)(vi), a "specified shareholder" of a corporation is a taxpayer who, at any time in a taxation year, inter alia, owns 10% or more of the issued shares of any class (other than a specified class) of the capital stock of the corporation.

It is clear that subparagraph 88(1)(c)(vi) would apply if, at Step 4 in the situation presented, HoldcoA sold the Subject Shares to Mr. X before HoldcoB acquired them, instead of selling them directly to HoldcoB.

Paragraph (a) of the definition of "specified shareholder" in subsection 248(1) of the Act provides that, for the purposes of that definition, a taxpayer is deemed to own each share of the capital stock of a corporation owned at that time by a person with whom the taxpayer does not deal at arm's length.

It follows that any person not dealing at arm's length with Mr. X in this case, before the time HoldcoA acquired control of Aco, would be deemed to own each share of the capital stock of Aco that he held before that time, for the purpose of determining whether that person was a specified shareholder of Aco.

In the event that Mr. X and HoldcoB were not dealing at arm's length with each other at a time prior to the time HoldcoA acquired control of Aco, HoldcoB would be considered at that time to be a "specified shareholder" of Aco since it would be deemed to own the shares of Aco owned by Mr. X.

Thus, the Subject Shares would constitute property ineligible for the bump provided for in paragraph 88(1)(d), by virtue of subparagraph 88(1)(c)(vi), since they would be acquired by a person (HoldcoB) who would be a specified shareholder of Aco during the series and before the time at which HoldcoA last acquired control of Aco; and the other conditions provided for in that subparagraph would be satisfied.

c) Application of paragraph 88(1)(d.2) of the Act

Finally, it should also be noted that if, at the time HoldcoA acquired the Aco shares, HoldcoA and Mr. X were not dealing with each other at arm's length, this could also prevent HoldcoA from being able to designate an amount in respect of the Subject Shares pursuant to paragraph 88(1)(d) by reason of paragraphs 88(1)(c) and (d.2). Under these provisions of the Act, HoldcoA would be deemed to have last acquired control of Aco at the time Mr. X last acquired control of Aco, i.e., at a time when the Subject Shares were not owned by Aco.

Monsieur,

Objet: Majoration du coût d'une immobilisation

La présente est en réponse à votre lettre du 5 septembre 2000 par laquelle vous désirez connaître notre opinion concernant le sujet mentionné en titre dans la situation décrite ci-après. Nous nous excusons du délai requis pour répondre à votre demande.

Notre compréhension des faits relatifs à votre demande, tels que vous nous les avez soumis, est la suivante.

SITUATION

M. X détient deux sociétés constituées sous la même juridiction, Aco et Bco. Celles-ci oeuvrent chacune dans le même domaine.

Le principal actif de chacune des sociétés Aco et Bco est une immobilisation admissible qui constitue un bien identique et qui peut être fractionné en unités dont chacune de ces unités pourrait être vendue séparément. Aco possède 80 unités dont la valeur est de 80 000 $; quant à Bco, elle possède 20 unités dont la valeur est de 20 000 $. Le montant cumulatif des immobilisations admissibles pour ces unités est nul, autant pour Aco que pour Bco.

L'objectif de M. X est de disposer de ses deux sociétés en faveur de deux acheteurs constitués en société, GescoA et GescoB. Vous affirmez que M. X, GescoA et GescoB ne sont pas liés entre eux.

Afin de permettre à chacune des sociétés GescoA et GescoB de détenir chacune 50% des unités, les transactions suivantes sont effectuées :

1. Aco vend 30 unités à Bco en vertu du paragraphe 85(1) de la Loi de l'impôt sur le revenu (la "Loi"), pour une somme convenue de 1 $. En contrepartie, Aco reçoit 30 000 actions privilégiées de Bco (les "Actions visées") d'une valeur de 30 000 $.

2. M. X vend ses actions de Aco à GescoA pour un montant de 80 000 $.

3. Aco est liquidée dans GescoA. Compte tenu que les Actions visées sont des immobilisations, leur prix de base rajusté est majoré de 30 000 $ au moment de la liquidation.

4. Par la suite, GescoA vend les Actions visées à GescoB pour un montant de 30 000 $. Compte tenu que suite à la majoration du coût lors de la liquidation le prix de base rajusté est de 30 000 $, la disposition n'entraîne aucun gain en capital.

5. M. X vend ses actions de Bco à GescoB pour un montant de 20 000 $.

6. Suite à ces transactions, M. X a vendu la totalité de ses actions de Aco et de Bco pour un montant de 100 000 $ à GescoA et GescoB. GescoA détient 50 unités et GescoB possède la totalité des actions de Bco qui détient 50 unités.

VOTRE QUESTION

Est-ce que la majoration du coût des Actions visées pour GescoA décrite au paragraphe 3 précédent est conforme à la Loi ? Sinon, en vertu de quelle disposition de la Loi est-elle empêchée?

VOS COMMENTAIRES

Le sous-alinéa 88(1)c)(vi) de la Loi qui a pour but d'empêcher qu'une société ne dispose pas de la totalité de ses biens pour en réacquérir une partie ne s'applique pas dans le présent cas (backdoor butterfly) et aucune autre disposition ne semble empêcher cette majoration.

NOS COMMENTAIRES

Tel que mentionné au numéro 22 de la Circulaire d'information 70-6R4 du 29 janvier 2001, l'Agence des douanes et du revenu du Canada (l'"ADRC") a comme pratique de ne pas émettre d'opinions écrites concernant des opérations envisagées autrement que par voie de décisions anticipées. Par ailleurs, lorsqu'il s'agit de déterminer si une transaction complétée a reçu le traitement fiscal adéquat, la décision en revient d'abord à nos bureaux de services fiscaux à la suite de l'examen de tous les faits et documents, ce qui est généralement effectué dans le cadre d'une mission de vérification. Nous pouvons toutefois vous offrir les commentaires généraux suivants.

Aux fins de l'application de l'alinéa 88(1)d) de la Loi, une majoration du coût d'un bien donné qui serait attribué à une société mère n'est possible, entre autres, que si le bien était une "immobilisation", autre qu'un "bien non admissible" de la filiale au moment où la société mère a acquis le contrôle de la filiale pour la dernière fois, tel que prévu à l'alinéa 88(1)c) de la Loi.

Il nous apparaît que, dans la situation que vous nous avez présentée, le coût des Actions visées pourrait ne pas pouvoir être majoré en vertu de l'alinéa 88(1)c) de la Loi en raison des constatations suivantes.

Immobilisations

Bien que vous affirmiez, dans la présente situation, que les Actions visées émises à Aco dans le cadre des transactions décrites précédemment sont des "immobilisations" de Aco, il nous apparaît qu'à prime abord, ce pourrait ne pas être le cas.

En effet, l'article 54.2 de la Loi stipule que, lorsqu'une personne dispose de la totalité ou presque de l'actif qu'elle utilisait dans une entreprise qu'elle exploitait activement, en faveur d'une société, pour une contrepartie comprenant des actions de cette société, ces actions sont réputées être des immobilisations de cette personne. Les notes techniques qui ont été publiées lors de l'introduction de l'article 54.2 prévoient ce qui suit :

Une condition préalable à l'application de la nouvelle règle est que les actions soient émises en contrepartie de la totalité, ou presque, de l'actif utilisé dans une entreprise exploitée activement. L'article 54.2 n'est pas censé s'appliquer lorsque le contribuable vend indirectement, au moyen de la vente des actions d'une corporation, un actif non commercial ou une partie seulement de l'actif utilisé dans une entreprise.

Dans la situation que vous nous avez exposée, l'article 54.2 de la Loi ne s'applique pas, étant donné que Aco n'a pas disposé en faveur de Bco, de la totalité ou presque de son actif en contrepartie des actions qu'elle a reçues de Bco.

Par conséquent, compte tenu de la série de transactions effectuées en l'espèce, on pourrait prétendre que les actions de Bco détenues par Aco ne constituaient pas des immobilisations pour Aco au moment où GescoA a acquis le contrôle de Aco et ne pourraient donc pas être admissibles à une désignation en vertu de l'alinéa 88(1)d) de la Loi.

Biens non admissibles

Lien de dépendance

Il est prévu aux alinéas 251(1)a) et c) de la Loi que, pour l'application de la Loi, des personnes liées sont réputées avoir entre elles un lien de dépendance et qu'en général, la question de savoir si des personnes non liées entre elles n'ont aucun lien de dépendance à un moment donné est une question de fait.

Le paragraphe 15 du Bulletin d'interprétation IT-419R expose les critères suivants tels qu'ils sont appliqués par les tribunaux pour déterminer si une transaction a été réalisée entre personnes ayant ou n'ayant pas entre elles de lien de dépendance:

1. la présence d'une unité responsable de la négociation pour les deux parties à une transaction;

2. le fait que les parties à une transaction agissent ensemble sans intérêt distinct;

3. la présence d'un contrôle "de fait".

Par rapport au deuxième critère, la Cour canadienne de l'impôt a mentionné dans l'affaire Gestion Yvan Drouin inc. c. S.M.R., 2001 DTC 72, à la page 86:

... qu'il sera rempli si une personne ne fait que participer à une opération, non pour son propre bénéfice mais pour celui de quelqu'un d'autre ou, même s'il agit pour son propre bénéfice, s'il agit aussi pour quelqu'un d'autre dans un contexte de réciprocité. On agit ainsi sans intérêt distinct, et non de façon indépendante pour son propre intérêt.

Nous croyons qu'étant donné la série d'opérations comme telle planifiée par M. X et particulièrement la participation concertée de M. X, GescoA et GescoB pour réaliser la série de transactions, on pourrait conclure que M. X et/ou l'une ou l'autre des sociétés en cause avaient un lien de dépendance entre eux à un moment ou à un autre au cours de la série. Si tel était le cas, i.e. s'il était déterminé qu'en l'espèce, à un moment donné, certaines parties aux transactions avaient entre elles un lien de dépendance, les conséquences suivantes pourraient en découler.

a) Application du sous-alinéa 88(1)c)(v) de la Loi

Le sous-alinéa 88(1)c)(v) de la Loi prévoit qu'un bien acquis par la filiale, entre autres, d'une personne qui avait un lien de dépendance avec la société mère, autrement qu'à cause d'un droit visé à l'alinéa 251(5)b) de la Loi, dans le cas où l'acquisition de ce bien faisait partie d'une série d'opérations ou d'événements dans le cadre de laquelle la société mère a acquis le contrôle de la filiale pour la dernière fois, constitue un bien non admissible à la désignation prévue à l'alinéa 88(1)d) de la Loi.

Si, on peut conclure qu'en l'espèce, les actions de Bco acquises par Aco ont été acquises d'une personne qui a un lien de dépendance avec GescoA, nous sommes d'avis que les Actions visées constitueraient des biens non admissibles à la majoration en vertu du sous-alinéa 88(1)c)(v) de la Loi.

b) Application du sous-alinéa 88(1)c)(vi) de la Loi

Le sous-alinéa 88(1)c)(vi) de la Loi prévoit qu'un bien distribué à la société mère lors de la liquidation de la filiale constitue un bien non admissible à une désignation en vertu de l'alinéa 88(1)d) de la Loi, entre autres, si dans le cadre de la série d'opérations ou d'événements qui comprend la liquidation, les conditions suivantes sont réunies:

(A) la société mère a acquis le contrôle de la filiale,

(B) un bien distribué à la société mère lors de la liquidation, ou un bien de remplacement acquis par une personne, est acquis, selon le cas :

(I) par une personne, sauf une personne exclue au sens du sous-alinéa c.2)(i), qui était un "actionnaire déterminé" de la filiale au cours de la série et avant le moment où la société mère a acquis pour la dernière fois le contrôle de la filiale....

Aux fins de l'application du sous-alinéa 88(1)c)(vi) de la Loi, le sous-alinéa 88(1)c.2)(iii) de la Loi prévoit qu'une personne est considérée comme un "actionnaire déterminé" d'une société si elle répond à la définition de "actionnaire déterminé" au paragraphe 248(1) de la Loi avec les modifications prévues à la division 88(1)c.2)(iii)(A) de la Loi qui s'y rapportent. Par conséquent, aux fins de l'application du sous-alinéa 88(1)c)(vi) de la Loi, un "actionnaire déterminé" d'une société est un contribuable qui, à un moment donné d'une année d'imposition, entre autres, possède au moins 10% des actions émises d'une catégorie donnée (sauf une catégorie exclue) du capital-actions de la société.

Il est clair que le sous-alinéa 88(1)c)(vi) de la Loi serait applicable si, à l'étape 4 dans la situation présentée, GescoA vendait les Actions visées à M. X avant que GescoB ne les acquière, au lieu de les vendre directement à GescoB.

L'alinéa a) de la définition de "actionnaire déterminé" au paragraphe 248(1) de la Loi prévoit que pour l'application de cette définition, un contribuable est réputé posséder chaque action du capital-actions d'une société appartenant, à ce moment, à une personne ayant un lien de dépendance avec lui.

Il s'ensuit, que toute personne ayant un lien de dépendance avec M. X en l'espèce, avant le moment où GescoA a acquis le contrôle de Aco, serait réputée posséder chaque action du capital-actions de Aco qu'il détenait avant ce moment, pour déterminer si cette personne était un actionnaire déterminé de Aco.

Dans le cas où M. X et GescoB ont un lien de dépendance entre eux à un moment qui est avant le moment où GescoA a acquis le contrôle de Aco, GescoB serait considérée à ce moment comme étant un "actionnaire déterminé" de Aco puisqu'elle serait réputée posséder les actions de Aco appartenant à M. X.

Ainsi, les Actions visées constitueraient des biens non admissibles à la majoration prévue à l'alinéa 88(1)d) de la Loi, en vertu du sous-alinéa 88(1)c)(vi) de la Loi, puisqu'elles seraient acquises par une personne (GescoB) qui serait un actionnaire déterminé de Aco au cours de la série et avant le moment où GescoA a acquis pour la dernière fois le contrôle de Aco; et que les autres conditions prévues dans ce sous-alinéa seraient rencontrées.

c) Application de l'alinéa 88(1)d.2) de la Loi

Enfin, il est à noter également que si, au moment où GescoA acquiert les actions de Aco, GescoA et M. X ont un lien de dépendance entre eux, cela pourrait aussi empêcher GescoA de pouvoir désigner un montant à l'égard des Actions visées en vertu de l'alinéa 88(1)d) de la Loi en raison des alinéas 88(1)c) et d.2) de la Loi. Aco transferred 30 units to Bco on an s. 85(1) rollover basis in consideration for Bco preferred shares (the “Subject Shares”) with an FMV of $30,000.
Mr. X sold his Aco shares to HoldcoA for $80,000.
Aco was wound up into HoldcoA, and the Subject Shares’ ACB was bumped by $30,000
HoldcoA sold the Subject Shares to HoldcoB for $30,000.
Mr. X sold his Bco shares to HoldcoB for $20,000.

The result was that Mr. X had sold all of his Aco and Bco shares for $100,000 to HoldcoA and HoldcoB, resulting in HoldcoA owning 50 units and HoldcoB wholly owning Bco, which owned 50 units.

CCRA stated that given “the participation in concert of Mr. X, HoldcoA and HoldcoB in carrying out the series of transactions, it could be concluded that Mr. X and/or one or other of the corporations involved were not dealing with each other at arm's length at some point during the series.” Given that s. 88(1)(c)(v) provides that property acquired by the subsidiary (Aco) from any person (Mr. X) who was not dealing at arm's length with the parent (HoldcoA) (subject to the s. 251(5)(b) exception), where such acquisition was part of a series in which the parent last acquired control of the subsidiary constitutes ineligible property, the Bco shares acquired by Aco were ineligible property.

CCRA noted that if Mr. X and HoldcoB were not dealing at arm's length with each other at a time prior to the time that HoldcoA acquired control of Aco, HoldcoB would be a "specified shareholder" of Aco since it would be deemed to own the shares of Aco owned by Mr. X – with the result that the Subject Shares would constitute ineligible property pursuant to s. 88(1)(c)(vi), since they would be acquired by a person (HoldcoB) who was a specified shareholder of Aco during the series and before the time at which HoldcoA last acquired control of Aco.

Under these provisions of the Act, HoldcoA would be deemed to have last acquired control of Aco at the time Mr. X last acquired control of Aco, i.e., at a time when the Subject Shares were not owned by Aco.
